Market Review for the month of September 2019

Domestic Markets

The month of September saw Sensex & Nifty 50 posting strong returns welcoming the corporate tax cut initiative taken by the government. In line with the broad indices performance, S&P BSE Midcap index was up by 4.73% while S&P BSE Small Cap index was also up by 5.07%. Among the BSE sectorial indices, Realty & Healthcare were the laggards.

The Government kept gross borrowings for H2 FY2020 unchanged at INR 2.68 trillion. With INR 4.42 trillion gross borrowing in H1 the overall FY2020 borrowing remains unchanged at INR 7.1 trillion. The Government also mentioned its intention to stick to its fiscal glide path and target of 3.3% of GDP in FY2020.The RBI’s draft report on the new System liquidity framework broadly signals that while liquidity should be kept in a small deficit in stable times in line with the corridor system, the framework should be flexible to provide surplus liquidity if conditions warrant it. The report also recommended the use of long tenure term repos as an alternative to OMOs. The average liquidity surplus for the month of September was about INR 1193 bn as against INR 1383 bn surplus in the month of August. One year CD rate closed

the month at 6.63% as against 6.43% in the previous month. The 10 year G-Sec benchmark closed the month at 6.70% as compared to 6.56%. 10 year AAA PSU closed at 7.67% as compared to 7.58%. INR appreciated against USD during the month and closed the month at 70.87 as compared to 71.41. The Brent crude oil prices closed the month at $60.78 per barrel as compared to $60.43 per barrel in the previous month.

Domestic macro data

CPI for August 2019 came in marginally higher at 3.21% compared to 3.15% a month prior. Core CPI eased to 4.20% in August from the July number of 4.25%. Wholesale Price Inflation (WPI) remained unchanged at 1.08% in August. However, core WPI moved into negative at -0.6% in August compared to 0.1% in July. Index of Industrial Production (IIP) expanded to 4.3% in July as against revised estimate of June at 1.2%. Trade deficit came in at USD 13.45 billion in August compared to USD 13.42 billion in July. Meanwhile, trade deficit in the April-August period narrowed to USD 72.85 billion as against USD 83.19 billion a year ago. Outlook

The bleak global economic outlook, trade tensions & rising protectionism will likely impact domestic growth. The Government have been proactive in addressing slowdown in the economy by announcing various measures like the corporate tax rate cuts, recapitalization & consolidation of banks, liberalizing FDI norms in select sectors etc. These fiscal measures in addition to monetary measures taken by RBI will help in addressing slowdown but the impact of the above measures may take some time to reflect in the economy. The liquidity framework report has been perceived slightly negatively by the market primarily on the back of reduced expectations of further bond purchases and no possibility of linking monetary policy stance to the liquidity stance. The market participants are cautious on borrowing numbers as revenue collections are still weak and will be keenly watching disinvestment numbers. With the inflation within the comfort zone, the Monetary Policy Committee (MPC) on 4th October may announce a further rate cut but it will be interesting to see RBI views on recent tax rate cuts and the risk of fiscal slippage.

From the equity market perspective, corporate tax rate cut dominated the wires. Markets gave a standing ovation to the announcement by rising almost 7-8% over couple of days. In the words of famous Mark Twain “History doesn’t repeat itself, but it does rhyme”. To understand how corporates generally react to corporate tax rate cut, we need to refer to 1986 annual letter written by legendary investor Warren Buffett to its investors. Buffett mentioned that there are 3 types of corporates while an investor needs to judge the impact of a corporate tax cut:

1. Regulated earning businesses - like utilities. The increase or decrease in the tax rate is passed on to the customer without having any impact on the earnings of the business.

2. Highly competitive businesses - competitive forces make sure that the change in tax rate is passed on to the customer.

3. Not so competitive businesses - here the profits of the companies normally receive the boost, with no benefit to the customer.

While we are equally thrilled with the announcement, we would be jumping had the corporates used this tax cut and some of their existing profits to reduce prices, in turn to propel the subdued demand. Government needs to do second generation reforms namely land, labour and inspector raj, if India wants to replace China as a manufacturing hub even over next 1-2 decades.

IL&FS crisis, followed by DHFL is now acting like F5 hurricane where no name is sacrosanct and businesses builtover decades are becoming victims of circumstances and social media.

Despite all the negatives outlined above, equity markets continue to trade above their long term averages because flows to the money management industry still are positive. We believe it is in the interest of the small investor to stick to systematic investment plans (SIPs).

Fund Manager: An employee of the asset management company such as a mutual fund or life insurer, who manages investments of the scheme. He is usually part of a larger team of fund managers and research analysts.Application Amount for Fresh Subscription:This is the minimum investment amount for a new investor in a mutual fund scheme.Minimum Additional Amount:This is the minimum investment amount for an existing investor in a mutual fund scheme.Yield to Maturity:The Yield to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.SIP:SIP or systematic investment plan works on the principle of making periodic investment of a fixed sum. It works similar to a recurring bank deposit. For instance, an investor may opt for an SIP that invests Rs. 500 every 15th of the month in an equity fund for a period of three years.NAV:The NAV or the net asset value is the total asset value per unit of the mutual fund after deducting all related and permissible expenses. The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.Benchmark:A group of securities, usually a market index, whose performance is used as a standard or benchmark to measure investment performance of mutual funds, among other investments. Some typical benchmarks include the Nifty, Sensex, BSE200, BSE500, 10- year Gsec.Entry Load:A mutual fund may have a sales charge or load at the time of entry and/or exit to compensate the distributor/agent.Entry load is charged at the time an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the time of investment. For instance, if the NAV is Rs. 100 and the entry load is 1%, the investor will enter the fund at Rs. 101.Note: SEBI, vide circular dated June 30, 2009 has abolished entry load and mandated that the upfront commission to distributors will be paid by the investor directly to the distributor, based on his assessment of various factors including the service rendered by the distributor.Exit Load:Exit load is charged at the time an investor redeems the units of a mutual fund. The exit load is deducted from the prevailing NAV at the time of redemption. For instance, if the NAV is Rs. 100 and the exit load is 1%, the redemption price would be Rs. 99 per unit.Modified Duration:Modified duration is the price sensitivity and the percentage change in price for a unit change in yield.Standard Deviation:Standard Deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.Sharpe Ratio:The Sharpe Ratio, named after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.Beta:Beta is a measure of an investment’s volatility vis-à-vis the market. Beta of less than 1 means that the security will be less volatile than the market. A beta of greater than 1 implies that the security’s price will be more volatile than the market.AUM:AUM or assets under management refers to the recent/ updated cumulative market value of investments managed by a mutual fund or any investment firm.Holdings:The holdings or the portfolio is a mutual fund’s latest or updated reported statement of investments/ securities. These are usually displayed in terms of percentage to net assets or the rupee value or both. The objective is to give investors an idea of where their money is being invested by the fund manager.Nature of Scheme:The investment objective and underlying investments determine the nature of the mutual fund scheme. For instance, a mutual fund that aims at generating capital appreciation by investing in stock markets is an equity fund or growth fund. Likewise, a mutual fund that aims at capital preservation by investing in debt markets is a debt fund or income fund. Each of these categories may have sub-categories.Rating Profile:Mutual funds invest in securities after evaluating their creditworthiness as disclosed by the ratings. A depiction of the mutual fund in various investments based on their ratings becomes the rating profile of the fund. Typically, this is a feature of debt funds.Portfolio Turnover:Portfolio Turnover is a measure of how frequently assets within a fund are bought and sold by the managers.R-Squared:R-Squared is a statistical measure that represents the percentage of a fund or security’s movements that can be explained by movements in a benchmark index.Average Maturity:In a mutual fund containing debt securities, Average Maturity is the average amount of time until the debt securities mature.Portfolio Yield:Portfolio Yield is computed by determining the cash flows for the portfolio and determining the interest rate that will make the present value of the cash flows equal to the market value of the portfolio.Total Expense Ratio:Weighted Average i.e. Total Expense of the month / average Asset / number of days in month* days in a year.

Macaulay DurationThe Macaulay duration is the weighted average term to maturity of the cash flows from a bond. It is the measure of bonds sensitivity to interest rate changes. The weight of each cash flow is determined by dividing the present value of the cash flow by the price. Macaulay duration can be calculated:

Example Calculation

The calculation of Macaulay duration is straightforward. Assume there is a bond priced at ` 1,000 that pays a 6% coupon and matures in six years available at a Yield to Maturity (YTM) of 6%. The bond pays the coupon once a year, and pays the principal on the final payment. Given this, the following cash flows are expected over the next six years.

Macaulay duration = ` 5,212.36 / ` 1,000 = 5.21

A coupon paying bond will always have its duration less than its time to maturity. In the example above, the duration of 5.21 years is less than the time to maturity of 6 years.
