MARKET REVIEW

DEBTMarket Review

This month was marked by two important events Budget and RBI monetary Policy. Though budget was in line with expectations from Finance Minister to roll out measures for the people and economy to come out from demonetization effect and increased focused on agriculture and common man, RBI policy was a dampener. RBI not only maintained status quo but changed its stance from Accommodative to Neutral. This was a big surprise for the market and accordingly 10 year benchmark yield moved up by 30-35 bps. Concern for RBI continues to be core inflation which is maintaining its ground when the overall CPI inflation is coming down. With effects of 7th pay commission setting in next fiscal year, core inflation would continue to be painful as far as CPI inflation is concerned. Interestingly after the policy short term and Long term rates seem to go in different directions. Though Long term rates went up, short term rates are trading in the range of 5.70-5.80. Liquidity continues to be positive and that is what is pushing the short term rates lower

Outlook

Going by the continuous statements made by U.S President regarding job creation and prioritizing Americans, US 10 year yield is moving upwards. Even FED is sounding bullish and the market probability of FED hike is rising. We feel there could be 3 rate hike in this calendar year which the market has already starting factoring. Stickiness in core inflation will continue to remain and we don't see it easing out by September 2017. Currently liquidity is in the positive zone, however it would be interesting to see whether RBI takes any step to bring it to neutral.

Market Review

Markets continued its up-move in February on the back of budget proposals and

company specific news flows. Market cheered to the commercial launch of

Reliance Jio and to the ₹ 160 bn buyback program of TCS. Company specific

actions were seen in large cap names like HDFC Bank & Bharti Airtel. Government's

initiative on affordable housing saw progress with various companies declared

commitments.

In its Feb-17 meet, RBI cautiously decided to keep status quo on the rates front citing upside risks to inflation as well as increased uncertainty from international macro variables.

Demonetization impacted Index for Industrial Production (IIP) as many industry groups showed tightening. IIP printed -0.4% for Dec-16 versus 5.7% for Nov-16. Real GDP growth decelerated to 7% for Q3FY17 compared to 7.3% in Q2FY17 mainly due to pick-up in imports. On inflation front, Jan-17 CPI inflation fell to 3.2% post printing 3.4% in Dec-16. WPI inflation accelerated and printed 5.2% for Jan-17 against 3.4% for Dec-16.

Sector-wise indices – For month of Feb-17, Realty and Consumer Durables indices outperformed and returned 9.1%. Power and Auto indices underperformed the market during the month returning +1.3% & (-1.5%) respectively.

Capital flows

FIIs were net buyer in the equity to the tune of ₹ 9,902 crores (USD 1.47 billion) in

February 2017. Cumulative, FIIs bought equity worth ₹ 45,940 crores (USD 6.90

EQUITY

Billion) from March 2016 to February 2017 and DII bought equity worth ₹ 23,963

crores (USD 3.53 billion) for the same period. (As of 23rd February 2017, Source:

SEBI) (February 2017 Avg. 1 USD = INR 67.08)Outlook

The Q3 FY17 earnings season recently concluded and the results were above

satisfactory as most of the companies have delivered better than expected results.

These result be necessarily viewed in the backdrop of demonetization which

happened on 8th November 2016. Although, the overall Q3 performance has been

reasonable, there were also some divergent trends visible – there was subdued

performance in the discretionary sector, while sectors like Auto, Cement and

Consumer Staples were not impacted as severely as earlier thought considering the

demonetization had impacted sales in November 2016 due to the disruption in the

trade channel. Demonetization also had a profound impact on both the North and

the West cement markets while the South and the East markets performed relatively

better. Project-oriented companies witnessed subdued order intake due to muted

capex and delay in order awards. Indian pharma and IT companies have been

mainly impacted by external events and their own specific issues.

The sector at the center of this event was Banking and Financial Services. The Banks

have seen robust accretion to CASA deposits, all thanks to demonetization.

However, interest reversals due to fresh delinquencies along with excess B/S

liquidity have pulled down margins for several banks. Private Banks with retail focus

have reported better-than-expected earnings mainly driven by strong loan growth,

steady NIM, healthy non-interest income and stable asset quality. Several PSU

banks have reported sharp growth in earnings on a low base as during Q3/Q4FY16,

the RBI had handed over the AQR list to most of the banks for accelerated

provisioning. Although NPLs remain high for the PSU banks, there has been a

decline in slippage for the second consecutive quarter after reporting elevated

delinquencies for 3-4 quarters.

Impact of demonetization seems to be waning: Market data now suggests a

faster-than-expected recovery post demonetization in both rural and urban markets.

Even, Management commentaries suggest that the demand environment has been

improving consistently during December/January, although, it is still below pre-

demonetization levels. Recent monthly automobile volumes too suggest that the

impact of demonetization is wearing off quickly. In Capital Goods segment, we

expect order activity from Railways, T&D, urban infra and renewables to remain

strong due to increased government focus on these segments. Although, it appears

that pain is likely to continue in the unorganized segment while organized players are

likely to gain at the cost of unorganized players. We believe consumer centric

players with strong distribution networks, differentiated products, no regulatory

overhang on manufacturing units, strong urban base and clear competitive

advantage are better placed to tide over the demonetization impact.

Sector allocation: Sector allocation may be defined as an allocation of funds in a certain percentage of the portfolio in different sectors of the economy.

Sharpe Ratio: The Sharpe Ratio, names after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.

SIP: SIP or systematic investment plan works on the principle of making periodic investments of a fixed sum. Its works similar to a recurring bank deposit. For instance, an investor may opt for an SIP that the invests Rs 500 every 15 of the month in an equity fund for a period of three years.

SIP Return: The SIP return calculation should be based on Rs. 10,000 invested every month. Returns would be 1 year, 3 year, 5 year, 7 year etc.

Standard Deviation: Standard deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.

Tracking error: Tracking error is the difference between a portfolio's returns and the benchmark or index it was meant to mimic or beat. Tracking error is sometimes called active risk.

Yeild to Maturity: The Yeild to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.
