Fixed Income Market Commentary for the month of April 2016

Liquidity: The month of April is usually associated with market liquidity improving significantly as flows return to the market. Though this month was not an exception, the flows were not as strong as was expected by some market participants. Market liquidi ty remained negative per se for most of the month and overnight rates remained volatile with CBLO rates ranging from about 5.56% to about 6.84% . Though overnight rates saw some relaxation over the previous month, they remained on the higher side on account of relatively subdued inflows. Going forward, we may see the market liquidity situation ease due to FPI inflow and/ or government spend. However, systemic liquidity may remain tight unless RBI continues to take meaningful steps to introduce permanent liquidity in the markets and mitigate the situation. Inflation: CPI remained soft and printed at 4.83% (Vs 5.18% last month). This was lower than market expectations. WPI inflation remained in the negative territory and showed a slight hardening at -0.85% (Vs -0.91% last month). The IIP print came in relatively stronger at + 2.0 % (Vs -1.5% last month). All the data points were seen by the markets to be assisting a benign interest scenario & resulted in mildly positive moves in the debt markets. INR: The INR has seen relative appreciation supported by FPI inflows in equity and debt markets and globally weakening USD in the recent past but was relatively range bound against USD during the month. It began the month at about 66.29 (Vs USD) and ended the month at about 66.33. Going ahead, the currency may exhibit volatility. Investments by FPIs in domestic equity and debt may continue to lead to a relative appreciation of our currency in the near future. Interest rates & Outlook: CPI and WPI data print were at or lower than market expectations. IIP numbers have been patchy and need to be watched in order to estimate economic revival in the coming quarters. However, a persistently strong reading in IIP numbers may hint at a recovery in the economy in coming quarters. Money market instruments saw some softening in rates due to seasonal liquidity easing though some of these gains were reversed as market liquidity remained short of expectations. We saw Gilt securities remain range bound and the new benchmark 10 year paper (7.59% GS 2026) started the month at about 7.46% and ended the month at about 7.43%. Corporate bonds also saw some hardening in yields on the back of relatively poor volumes. Market participants are likely to watch domestic and international data prints including global commodities and other macro-economic points such as the fiscal deficit and other allied issues. Overall, we retain the outlook of the policy tenor having accommodative undertones. Market participants shall watch Inflation (CPI, WPI) and growth (IIP) data along with global indicators such as commodities, crude oil prices, US and Chinese economic data points and INR movements.

We retain our positive outlook for the domestic economy and in the context of a world-wide slowdown, domestic market participants may do well to have a positive outlook for domestic bond markets in the coming quarters. Going forward, we expect the benchmark 10 year to trade in the range of 7.35% to 7.50% at current reference rate levels. The band may shift towards 7.25% - 7.45% habitat upon rate action by RBI. We reiterate our view on domestic rates to be positive with a medium term perspective.

Equity Market Commentary for the month of April 2016

Domestic Markets After the big positive run in March, April was stable; with Sensex being up by 1.04% and NIFTY-50 Index being up by 1.44%. In April, returns across all BSE sector indices were positive except IT. Realty with 10.45% returns stood at the top of the table while IT sector lost the most, down by 0.51%. For the month, Rupee depreciated by 0.12% and closed at 66.33 against US dollar. Domestic Macro Data In its policy review in April, the RBI reduced the repo rate by 25 bps to 6.5%, keeping CRR unchanged. On inflation outlook, the RBI retained its CPI projection of 5% by Jan 2017 with monsoons and international commodity prices being key variables to watch. Growth forecast for FY17 has also been retained at ~7.6%. In the month of February, IIP grew by 2% YoY, compared to 1.5% contraction in January, a positive reading after three consecutive months of contraction. The improvement is mainly led by electricity and mining from 2% and 3.5% in January to 3% and 7.4%, Respectively, in February. On the manufacturing front, it improved by 0.7% compared to a contraction of 2.8% in January. Within manufacturing, capital goods contracted by 9.8% compared to contraction of 20.9% in January. Mining (5% growth compared to 1.5% in January) and electricity continued to do well. Consumer goods growth slowed down led primarily by durables. IIP non-durables contracted for fourth consecutive month, perhaps reflecting poor rural sentiments. India WPI inflation in March came in at -0.9%, flat compared to last month, marking 17th straight month of negative print. CPI for March came in at 4.8% versus 5.3% in February. The food inflation at 5.3% inched lower compared to last month (February – 5.5%) owing to lower milk and pulses prices. Core CPI of 4.8%, moved 20 bps down compared to last month. India’s trade deficit for March came in at USD 5.1 billion, USD 1.4 billion lower than last month. Lower trade deficit was primarily due to lower gold imports (due to jewelers' strike) of USD 1 billion compared to USD 1.4 billion in February. Exports at USD 22.7 billion (February – USD 20.7 billion) were down by 8% YoY – this is the 16th consecutive month of contraction. Imports at USD 27.8 billion were higher by ~USD 0.5 billion compared to last month. Global Markets US GDP increased at 0.5% annual rate, the weakest since the first quarter of 2014. The US Federal Reserve (Fed) maintained status quo in its policy meeting keeping the Fed funds target range unchanged at 0.25%-0.50%. ECB (European Central Bank) also held its key interest rates unchanged at its policy meeting. Japan’s manufacturing activity contracted in March at the fastest pace in more than three years as new export orders shrank sharply. Despite this, the Bank of Japan in its monetary policy meeting decided not to expand its monetary stimulus package. S&P cut its outlook for China’s credit rating to negative from stable, but maintained the rating at AA-. .

Outlook Monsoon plays a very crucial role in Indian Economy (as more than half of the population still depends on agricultural related incomes) and in the light of two back to back monsoon failures in as many years, its importance only gets accentuated. Moreover, due to the scant rainfall over the previous 2 years, the water storage level in 91 important reservoirs of the country has declined ~35% YoY. This month we saw the India Meteorological Department (IMD) and Skymet (a private agency) come out with ‘above normal’ rainfall forecast for the upcoming South West Monsoon season. It is important because these monsoons account for ~75% of India’s total annual rainfall and also for providing the much needed irrigation during the sowing season in large part of the country. A key reason for the failure of monsoon has been the El Niño phenomenon which has shown a declining phase till now. Expectations of a La Niña type of situation in the latter part of the monsoon, makes these institutions believe that monsoon should be better this year than the previous two years. In another interesting activity taken up by the ministry of power last year has been the electrification of more than 18,000 villages which till now were not getting power. In the previous 13 months almost 44% of these villages have been electrified. This, to us, is a substantially positive change in the lives of the people living in these villages as they get exposed to a lot of consumption activities which till now were not possible. We believe we are seeing some green shoots towards recovery of growth but it is still too early. The good thing is as the markets have given up a lot of gains over the previous 12 months the valuations are no longer as expensive and for long term investors these are good times to construct equity portfolios.
