The RBI will be conducting OMO purchases of INR 150 bn on 13th June to infuse durable liquidity into the banking system. As a result of easing in system liquidity along with sharp fall in oil prices and UST yields, rates across the curve moved down. 1 year CD rate

Wholesale Price inflation (WPI) stood at 3.07% for Apr-19 compared to 3.18% in Mar-19. Index of Industrial production (IIP) fell to 21-month lows of -0.1% in Mar-19. Cumulatively, IIP for FY19 stood at 3.6%, lower than 4.4% in FY18. India’s Real GDP for Q4 FY19 came in below market expectation at 5.8%, lower than 6.6% growth seen in the previous quarter. India’s trade deficit widened to USD 15.3 Bn in Apr-19 compared to USD 10.89 Bn in Mar-19 and USD 13.71 Bn a year ago. Imports rose by 4.5% to USD 41.40 Bn and exports grew by 0.6% to USD 26.07 Bn in April.

Outlook

The election outcome wherein BJP garnered sufficient majority to form government on its own was a major positive for the markets. The emergence of decisive mandate brings stability, continuity in government policies and hope of foreign inflows. The rate curve has eased considerably on the back of easing system liquidity, positive election outcome, fall in oil prices & UST yields. The inflation trajectory remaining in comfort zone coupled with core inflation falling as growth concerns emerges globally, the Monetary Policy Committee on 6th June will likely address growth issues as well as the issue of transmission of rate cuts in the economy. The MPC shall remain vigilant towards the prospects of the upcoming monsoon and reversal in food inflation.

From the equity market perspective, outcome of general elections was the biggest event. A clear majority with reform agenda augurs well for the country and for the markets. Corporate India finished reporting Q4FY19 results and the performance was less than satisfactory. While FMCG, Auto, pharma companies continued to deliver below average growth, private sector banks on the other hand continued to offer growth. Over next few months, progress of monsoon and the 100 day reform agenda of the new government are expected to continue dominate the news. Liquidity crisis is now almost 9 months old, and the impact is now becoming visible with multi quarter low GDP growth and multi decade high unemployment rate.

Macaulay DurationThe Macaulay duration is the weighted average term to maturity of the cash flows from a bond. It is the measure of bonds sensitivity to interest rate changes. The weight of each cash flow is determined by dividing the present value of the cash flow by the price. Macaulay duration can be calculated:

n

t=1∑ t * C

(1+y)t

n * M

(1+y)n

Current Bond PriceMacaulay Duration =

+

Where:t = respective time periodC = periodic coupon paymenty = periodic yieldn = total number of periodsM = maturity valueCurrent Bond Price = Present value of cash flows

Example Calculation

The calculation of Macaulay duration is straightforward. Assume there is a bond priced at ` 1,000 that pays a 6% coupon and matures in six years available at a Yield to Maturity (YTM) of 6%. The bond pays the coupon once a year, and pays the principal on the final payment. Given this, the following cash flows are expected over the next six years.

Cash FlowYear 1 Year 2 Year 3 Year 4 Year 5 Year 6` 60 ` 60 ` 60 ` 60 ` 60 ` 1,060

With the periods and the cash flows known, a discount factor must be calculated for each period. This is calculated as 1 / (1 + r)^n, where r is the interest rate and n is the period number in question. Thus the discount factors would be,

Discount FactorYear 1 Year 2 Year 3 Year 4 Year 5 Year 60.9434 0.8900 0.8396 0.7921 0.7473 0.7050

Next, multiply the year’s cash flow by the year number and by its corresponding discount factor to find the present value of the cash flow.Period Present value formula Present ValueYear 1 1 * ` 60 * 0.9434 ` 56.60Year 2 2 * ` 60 * 0.8900 ` 106.80Year 3 3 * ` 60 * 0.8396 ` 151.13Year 4 4 * ` 60 * 0.7921 ` 190.10Year 5 5 * ` 60 * 0.7473 ` 224.18Year 6 6 * ` 1,060 * 0.7050 ` 4,483.55

Sum these values = ` 5,212.36 = numeratorCurrent Bond Price = sum of PV Cash Flows = 60/(1 + 6%)^1 + 60/(1 + 6%)^2 +...+ 1060/(1 + 6%)^6 = ` 1,000 = denominatorMacaulay duration = ` 5,212.36 / ` 1,000 = 5.21A coupon paying bond will always have its duration less than its time to maturity. In the example above, the duration of 5.21 years is less than the time to maturity of 6 years.
