In this issue of Business Broker we tackle the many aspects of selling a privately held

enterprise. It will surprise some readers that the experience of selling a business can be both simple and timely. There can be many reasons for selling a business; change of lifestyle, health, age, freeing up wealth or perhaps a move abroad. In all cases though, an experienced and capable business broker managing the process will greatly increase the likelihood of a successful outcome. The complexity of appraising the likely sale price, marketing the business confidentially, negotiating agreements, conditions and terms are everyday tasks for good brokers and needn’t be stressful for the business owner. For some owners achieving the maximum price is the key objective whilst others will balance this against finding a buyer with the right “fit” and who will care for the company and the employees with the same level of commitment as they have over the years. We will look at some of these issues and also the legal considerations that affect a sale.

One of the main reasons why owners fail to get their price is because they have been disorganised in preparation (or have done nothing) and circumstances occur which require the sale to be negotiated and settled quickly resulting in a reduction in the price.

Preparing the evidence of value should not be seen as a problem. Much of the required evidence is simply having available up-to-date and clear records and documentation relating to all aspects of the business. The ease with which you are likely to be able to manage the sale of your business will depend on how effectively you can show profits having been made in the past and the likelihood of repeating or increasing them in the future. The following are some of the items and areas of importance:

1. A strategic plan for the business;

2. If a sale of shares in the company which owns the business (as opposed to sale of the assets comprising the business) evidence of the company’s solvency including copies of its current finance arrangements (including overdraft facilities, finance and operating leases; hire purchase and equipment rental agreements) and details of any bank or other guarantees given by the company;

3. Up-to-date accounts for the last financial year of the company (and for the previous three years) prepared by the company’s accountants together with notes (if not shown in the accounts) of the basis upon which the assets have been valued;

4. Management Accounts for the business, preferably on a monthly basis since the date of the last annual accounts and a projected cashflow for the current year;

5. An indication of planned capital expenditure for the next financial year;

6. Material contracts including leases, licences, franchise agreements, standard terms and conditions of trade, agency/distribution agreements and any agreements entered into outside the ordinary course of business of the company;

7. Details of any informal or verbal arrangements important to the business;

8. Details of any breach of any material contracts of the business;

9. Abnormal factors likely to adversely affect the business;

11. Details of computer hardware and key software used in the business and arrangements and costs of maintenance and any claims or threats received or likely from any third party for prevention of its continued use;

12. All leases, licences or arrangements under which the busi-ness occupies its premises and details of any breaches in-cluding non-payment of rent, breach of authorised use of the premises and resource consent matters;

20. Consent to the sale of the business (i.e. from the Franchisor/Licensor);

21. Evidence that all tax returns have been made and tax paid including employee deductions.

A procedure should be put in place well before the commencement of marketing the business for sale which will allow the owner to manage the sale of the business without surprises being revealed and for quick answering of any questions raised by purchaser, its accountants, lawyers and other professionals involved in the sale process.

Building a successful business can be a lifetime of work and, when it’s time to move on, you naturally want to extract the maximum value attainable for your past endeavours.

Many businesses will pass to new owners by default, as a result of:

• Procrastination, intransigence, arrogance and ignorance• Successor disillusionment• Business failure• Relationship breakdown• Accident, illness or death

Some business owners believe that their family trust or company is their succession plan, when in reality, all that has occurred is a shift of decision making – from parents, to trustees or directors. Other people sadly believe that their last testament (will) is an appropriate vehicle for the succession of their business/assets.

The majority of New Zealand businesses are owned by families, and they prefer their children to be their successors, regardless of whether they have the appropriate skills, aptitude or attitude. Realistically, though, a better choice of successor could be an employee or other non-family member.

Too many business owners do not operate their business based on a ‘plan’, and cannot or will not recognise the correlation between planning and success. Some actually believe planning is a waste of time! In my experience, few kiwi business owners, when asked, are able to produce a coherent written business or succession plan.

Business owners who are keen to achieve business continuity need to both design and plan their succession and ultimate exit. Most important of this plan, though, should be that the business continues with minimal disruption.

Succession planning is a process, not a reactionary response to accidental events - a journey, not a destination

Regardless of your age or stage in life, or the size/nature of your business, if you haven’t given serious consideration to succession planning, there are a whole host of reasons why this should be a priority:

• An obvious successor may become frustrated or commit to an alternative future

• Early identification of a successor allows time for grooming and training in a structured and organised way

• You need a lead time to form a succession and exit advisory team and to prepare the business for succession and/or sale

• Your business is struggling due to your weariness, lack of vision, procrastination, etc

• Your staff are becoming frustrated and de-motivated, or are leaving

• There are signs that a fresh approach is needed for your business

• It takes time to achieve a smooth transition and there are many rewards for a carefully planned, well-timed exit/entry

It is a phenomenon of humanity that we procrastinate, and it is only when we are faced with adversity such as death, injury, illness, relationship breakdown or business collapse that we face realities. Unfortunately, some owners suffer from decision paralysis.

The succession process begins and continues with the business owner’s written set of goals, dreams, aspirations, strategies and values. As there are an inordinately high number of family owned businesses in New Zealand, it is imperative these owners express not only their business strategies but also their personal goals, as these are nearly always inextricably linked. There’s no one-off fix, either. This plan needs to be kept current, and be a living document.

If you do not know with crystal clarity what it is you want then you are hardly likely to get or achieve it

Maybe it’s time for you to visualise and plan for a life beyond your business – there’s no harm in dreaming! There are wonderful activities waiting for you outside your business, and the sooner you disentangle yourself the earlier you can begin your new journey. You never know, it might even be a new business venture.

It is important to have a business continuity team to guide owners through the transition. There is a dearth of succession planners, and many business owners rely on traditional professional providers (accountants and lawyers) to be the basis of the succession planning team. The early involvement of financiers is strongly recommended.

The succession plan must be based on a fluent/dynamic budget and cash flow plan. Rarely do successors have sufficient funds available, and therefore owners are often financiers to the successors. It is critical, however, that the business remains viable, sustainable and profitable during and after the succession process. Hopefully under the new regime it will grow!

There are a number of other issues that deserve consideration when preparing a succession plan, including:

• The quality of the successor’s and exiting owner’s wills• The need for enduring powers of attorney• Careful consideration of insurance and assurance covers• The appropriateness of the business structure – companies,

partnerships, trusts

Selling your business will be one of the bigger decisions you make in your business career so we believe you really need to plan the process to ensure you can achieve the best possible outcome.

Getting the process right may have a significant impact on your financial future. This article is intended to highlight issues that you will need to consider in the preparation of your business for sale.

Make Sure You Know Why You Want to Sell Buyers always want to know why the owner is selling, particularly if the business is successful and profitable, so you must be very clear in your mind why you are selling and you must be able to clearly and convincingly communicate this to a potential buyer so you don’t lose their confidence. Is selling your only option?

Are you selling because you’re tired or burned out?

Would a break or a holiday help you renew your energy and enthusiasm for your business?

Are you able to employ a manager who can run the business so you can have more time to pursue other interests or business opportunities?

How Critical is Your Role in the Business? Are you able to make yourself redundant? The less you have to do with the day to day operations of the business, the more buyers you will be able to attract. Document your operational policies and systems in a Procedures Manual. The more you document, the more confident a buyer will feel about your absence from the business. Make sure your staff understand their responsibilities and performance expectations and delegate the management of their performance to an internal manager or supervisor. Try to remove yourself one step from the operational level so you can maintain a business performance overview that a new owner can step into without having to understand the more complex technical or operational details in their early stages of ownership.

Are your business relationships on a personal level and critical to the success of your business? If your clients do business with you because of you, you might want to consider how you take a step back from the personal nature of the relationship and put it on more of a business footing. Document any verbal agreements with clients and suppliers so they become more tangible and transferable, and ensure any existing contracts are not due to expire. This will provide a greater level of value and security for your buyers.

Are you Choosing an Opportune Time to Sell ?

Timing is critical when selling and that timing could be critical for you and your personal needs and circumstances for the business and what it might achieve from a sale.

As a rule there are two best times to sell:

1. When you have an unsolicited offer to buy your business.

2. When your operational performance and sales are optimized and there is likely to be significant interest from other industry operators.

Would you be better to wait for a lift in the market or should you sell now before the market declines further? If you could sell your business for your desired price, could you put your capital to work somewhere else and achieve a greater return? Would a sale restrict your ability to continue to work in this industry (a restraint of trade clause might prevent this)? Will the proceeds of a sale provide you with sufficient funds to retire?

Who Will be Impacted by the Sale of Your Business ?

There are many people to consider when selling your business, most important being you. What will you do after selling? Will you be able to relax or will you need to find a job? What will be the impact on your family? Will they finally be able to have you around more often to spend time with, or will a potential loss of income affect your current lifestyle?

And what about your employees, how will they be effected by the sale of your business and what are your legal obligations to them? As a minimum, you will be obligated to pay out their annual leave and any day in lieu entitlements. Do any of your employees have excessive annual leave owing and have you factored that cost against what you might expect to get from the proceeds of the sale? The purchaser of your business will not be obligated to re-employ your existing staff. Do you have any redundancy commitments in your employment agreements?

Ensure all your employees have current employment agreements and don’t be afraid to let them know that you are considering selling the business. It is better to tell them yourself than for them to find out from a third party. Maintaining your employees trust and confidence is critical during the sale process.

Do You Have Ongoing Tenure And The Ability To Transfer Your Lease?

If you lease your operating premises, check the remaining term of your lease. Do you have a reasonable term and further rights of renewal that will give a buyer ongoing security of location? Is there flexibility in the lease if the buyer wants to re-locate the business? You will also need to know if you have an assignment clause in your lease that allows you to transfer your obligations under the lease to a third party or a new tenant. Landlords frequently keep the original lease in place and allow an assignment, but keep the original tenant on the hook by not releasing the personal guarantee in case the assignee defaults on the rent. This protects the landlord, but exposes the original tenant (seller of the business) to the risk that the business buyer may not be a successful operator. The ideal scenario is to be able to release all of your obligations to the landlord and have them transferred to the assignee. Make certain that you understand what is required to achieve a complete and thorough assignment of your lease.

Imagine Your Business is Your Home

When we sell our houses or homes we always tend to have a big clean up and throw away lots of rubbish and then paint, polish, clean and manicure the property so it is well presented to potential buyers. Tidy, clean, and uncluttered properties are always more inviting and attract more buyers. The same applies to a business. Clean and maintain your operating plant and equipment. Make sure you have up to date service records for critical machinery. Clean and tidy the operating premises and make sure all your operating permits and compliance records are current. Review your inventory and sell all your obsolete or slow moving stock.

Ensure Your Financial Records Are Current

Your financial records are the most important piece of information for demonstrating the businesse’s profitability to a prospective buyer. Expect the buyer to want to see financial accounts produced by your accountant for the last three years. This will help them identify profitability, trends, and variances. Having to wait for financial records will always create uncertainty for a potential buyer.

Make sure your debtors are up to date and not stretched out beyond your normal terms of trade. Buyers might see poor debtors’ management as an opportunity to increase efficiency in the business but that will also affect the price they offer because of the impact this might have on cash flow. Equally, make sure your creditors and suppliers are paid up to date as this will give a buyer confidence that the business is financially stable. If your financial records are up to date and you can produce timely financial reporting you will give the buyer confidence that the business is well managed.

Determine The Business’s Value

Attaching a value to your business is always a challenging process. There are several methods that can be applied to the business valuation process and are dependent on the nature of the business. Valuing a business is very different to valuing a house. Valuation and sales data for houses is abundant and tangible. Data on business sales in NZ has been collected over the last 10 – 15 years. Sales data for more common business sales (cafes and restaurants) is abundant, though data for more obscure businesses can be sketchy at best.

Everyone needs somewhere to live, but not everyone needs to buy a business, and those in the pool of potential business buyers all have very specific buying criteria including industry, scale, location, price and personal involvement.

Valuing your business on your own will generally provide you with a very subjective figure. Always engage a professional advisor who has experience in providing business market appraisals to ensure you get an objective and market oriented perspective on the recommended selling price for your business.

Buying the business is only half of the story. Ultimately there comes a time where every business owner will look to sell their business. But how much time do most business owners spend preparing their business for sale to ensure they achieve the desired outcomes? Surprisingly little. A lack of planning and preparation prior to placing your business on the market will reduce the price received on the sale of the business. There are a number of as-pects of the business that an owner should review once they have decided to sell their business to maximise the returns and ensure the sale process is a pleasant one.

Some examples include the following:

•Planning the date of the sale and then grooming the business in the years leading up to the sale.

•Trying to identify a strong point in the cycle of the business and exiting at that time so that value is maximised. You need to be aware of the threat of new entries along with any technological or sociological changes that could increase or decrease the value or even render your business obsolete.

•Developing a successor within the business so that there is a possible purchaser of the business who understands the intri-cacies of your particular business and can see the real potential.

• Identifying the optimum structure for the sale of the business – for example for a vertically owned business, should the business premises, wholesale and retail divisions be sold separately or together?

•Having a strategy in place do ensure that the death or unexpected prolonged ill health of key staff members does not result in a drop in value or forced sale of the business.

•Reviewing your financial records in light of the proposed sale with your accountant and key business advisors. What is the true profitability of the business? Most privately held businesses claim a variety of non-operational expenses. For example your business may be paying for your personal motor vehicle lease. In addition you may have incurred infrequent expenses that should be excluded in a purchaser’s analysis of recurring cash flow, for example moving expenses if you have moved premises recently. This is your opportunity to ensure that all key financial information is accurately recorded, up to date, professionally presented and easy for a purchaser to read and understand.

•Reviewing your legal paperwork to ensure that all leases, supply and distribution contracts and licencing agreement are current and available for viewing.

•Make a strong first impression - if a potential purchaser visited your business for the first time would they see order or chaos? A business that is operating smoothly at a production level is indicative of a well managed and productive business.

• If you are absolutely vital to the business who will a purchaser turn to for help in the day to day running of the business? Do you have any key staff members that are willing to stay on and keep the business running following the conclusion of a sale? If so, do they require any further training prior to marketing the business for sale?

•Developing a strong bargaining point to negotiate from - do not let the performance of your business suffer because all of your energy is focused on the sale of the business. The stronger your forward orders are the stronger your position will be in negating your sale.

•Discussing the proposed sale with your advisor to ensure there are no adverse tax effects arising from the values attributed to each aspect of the total purchase price – tangible assets, stock in trade, and intangible assets.

•Preparing yourself for the sale – What are you going to do once are no longer involved in this business?

These are merely examples of some of the aspects that need to be reviewed to formulate the right sales strategy for your business. As each business is different the best strategy is likely to be formulated over a number of years through a development of a succession plan in consultation with your key business advisors.

Here are some words of advice - before you start planning your one-way ticket to the Pacific Islands, take the time, and spend the money, to prepare your business for sale. Otherwise, you might be leaving precious dollars on the negotiation table. Here are some tips to help you avoid business sale pitfalls, disappointment and lost money.

• StartNow!- Not planning in advance may mean you miss your window of opportunity. It takes an average of three to four months to sell a small business. Therefore, long-term planning is the key to any successful business sale. It is about being in control of the evolution of your business in order to maximise value and streamline the sale process. You just never know when that perfect buyer may walk through the door.

• Differentiate your business - You have probably heard the news about all the baby boomer business owners nearing retirement, which means the market will become overcrowded with businesses for sale in the next five years. How can you differentiate your business from the numerous others on the market? You should analyse your business now in order to strengthen any weaknesses and build on existing strengths after identifying where the key value in your business lies.

• Getyourbooksinorder- The first thing a purchaser will look for when buying a business is the financial records. Buyers evaluating your business will generally require at least three years’ worth of financial information. This should include the financial statements, management accounts, tax returns, GST returns, list of plant and equipment, bank statements, historical budgets, and the depreciation schedule. Having these readily available will make the “due diligence” easier for your buyer.

• Lease of your business premises - Assuming your existing premises are in the best location for the business, you should ensure you have a suitably long term of lease together with sufficient rights of renewal. A buyer may be put off if there are no rights to renew the lease with only one year left to run on the term. If your existing premises are not in the best location, then look at making sure they are. Landlords have also been known to be an obstacle in deals. For this reason, you should notify your landlord in advance of your decision to put the business on the market. If necessary, you should take this opportunity to negotiate any restrictions on the assignability of the lease to a buyer. Have a copy of your lease documentation, including all renewal and rent review documents available ready to provide to a prospective buyer.

• Supplier/Customer relationships - You should organise your legal paperwork. Many small business owners conduct business on an informal, or handshake, basis with their suppliers and customers. If these informal agreements are key to your business success, then you need to have them recorded

in writing, and make sure they can be transferred to a buyer. Formal agreements will provide the buyer with peace of mind that these key relationships will continue past a sale.

• Business documents - Review your internal documentation, including any terms of trade and your business policies and procedures. These should be in place, and in practice. When it is time to put your business on the market, make sure you have these readily available, current and in order. An orderly operation is more attractive to a prospective buyer than a chaotic one.

• Management - Depending on your business, you should consider having a management team in place which can run the business with limited supervision by you. A buyer will feel more comfortable taking over the business if a strong management team exists. If you are absolutely vital to your business, start by considering recruiting, or training, a strong management team or individual who can carry on without you after the sale. A buyer’s primary concern is that the business will be able to operate successfully after you have gone.

• Assembleyouradvisoryteam - You will need to assemble a team of advisors with the necessary knowledge and skills to successfully assist you in the sale process. Initially you will need to find a reliable business broker. It is a full-time job to try and market the business yourself. You don’t want to let your business performance decline because you’re spending all your time focused on the sale of your business. This will only result in any offers being lower than what they should. Your team will later include your lawyer, accountant and other professionals (eg your banker, valuer, insurance agent and financial planner).

Following these tips, and any other advice provided by your team of advisors, will ensure you are well prepared and, most importantly, you will have a stronger chance of realising the true value of your business.

Would You Buy Your Own Business?As business brokers we are talking to business owners everyday and it’s amazing how few know the value of their business or that there may well be a queue of buyers if their business came to the market. Surprisingly (to many it seems), demand for businesses is very strong. This demand comes from several independent sources; migrants looking to meet immigration requirements, returning NZ ex-pats, companies growing through acquisition, individuals looking at leaving their jobs and owning a business, among others. Because businesses are most often valued on the basis of a ROI (return on investment) the actual multiples of earnings have not changed and in some cases have actually increased due to a shortage of available businesses.

ThoughtExperimentFor anyone that has had even a passing interest in Quantum Mechanics you will be aware of Erwin Schrödinger’s famous thought experiment known as “Schrödinger’s Cat” (if not you could always Google it!). The following is rather more simplistic and certainly not as difficult to comprehend (also no cats die in my experiment – no matter what the outcome).

When we talk to business owners and they tell us that they have no interest in selling their business, it is often because they are not aware of the current demand or the value of their business. So what about if we asked the question in a different way? What about if we conduct a sim-ple thought experiment? Well here it is;

You own a business. It manufactures widgets. You work 50 hours a week managing the operation and take home about $150,000 per annum before tax. A business broker comes along and asks you if you would consider selling. You say no thanks, I’d rather carry on doing what I’m doing.

The broker didn’t get the opportunity to appraise the value of the business, but let’s say it’s worth around $600,000. Now…what you are really saying by saying “no thanks” is “I would buy this exact business myself for $600,000 today”. Because that’s what would be happening. By turning down $600,000 you are effectively buying the business back at that price (let’s say we physically put the $600,000 in your hand – you are handing it back and buying back the business). So give that some thought. Would you really buy back your exact business if you had $600k in your hand? If you own a business, you should definitely establish your “buy-back” figure so you can ask this important question.

Determining the likely selling price for your business, and what drives this value is very important. With the right information you can make an informed decision about whether you should continue to own this business, buy another business, retire, or do something entirely different. Value drivers are varied, but the following are the most influential; barriers to entry, risk profile, sunrise or sunset industries, customer base, location, likely buyer demand, ease of operation, how long the business has been operating and comparable market evidence. All of these factors will determine what multiple of earnings a buyer might pay.

If you are considering selling your business, it is also important to consider whether you would buy the business yourself. Are your books in order? Are your premises clean and tidy and well organized? Is your stock in good order? There are many aspects to preparing your business for sale, but the important point to note is that you should probably be running your business like this anyway.
