MARKET REVIEW
On December 30, 2011, the broad indices viz. Sensex and Nifty-50 continued its fall and posted a monthly loss of around 4% and closed at 15454.92 and 4624.30 levels.
Sensex and Nifty posted its first annual fall of 24.6% in three years and was the worst-performing amongst the major equity markets. High inflation, high interest rates, gloomy domestic growth and policy inaction turned off investors already shaken by global headwinds.
Sectoral Performance:
During the month of December'11, the IT sector performed well due to rupee depreciation boosting their revenues. On the back of poor economic data, the capital goods sector was down by 19.8%. The metals and realty were down by 10% and 14.2% respectively.
Institutional Activities:
FIIs bought shares worth Rs.97.90 crore in December'11 against the net sale of Rs.4197.90 crore in November'11. During 2011, the net outflow of foreign funds was Rs 2,714.20 crore. In comparison, Indian equities had witnessed net FII inflows of Rs 1.3 lakh crore in 2010.
The domestic mutual funds were net investors to the tune of Rs.580.10 crore in December'11 against Rs.809.80 crore in November'11. For 2011, the domestic mutual funds invested Rs.5986.20 crore in the equity markets. (source :SEBI)
Economic Scenario:
The infrastructure sector that accounts for 37.9 percent of India's industrial output grew 6.8% in November'11 against 3.7% in November'10 and a marginal growth of 0.27% in October'11.
During April-November, the first eight months of the FY12, the output rose 4.6%, compared with an annual rise of 5.6% a year ago. The inflation measured by WPI (Wholesale price index) remained stubbornly high above 9% inspite of RBI's strict measures to control it. RBI left its rates steady in its last review meeting and sent a strong signal that its next move was likely to be an easing of monetary policy. The Bank is expecting that the inflation will ease as the food prices are cooling down.
Outlook:
The outlook for this year seems to be uninviting, with uncertainty over issues such as the European debt problem and slowing domestic growth momentum. However, inexpensive valuations, recent sign of pick-up in manufacturing activity and a possible cooling off in inflation due to drop in food prices, that would allow the central bank to reverse its monetary tightening cycle raise some hopes.
The Reserve Bank Of India maintained a pause in its policy meeting on December 16, 2011 for the first time in the past eight meetings, keeping the Repo rate and CRR rate
unchanged at 8.50% and 6.00% respectively. Following the advance tax outflows during the month, the liquidity deficit increased significantly in the banking system. While
some market participants had hoped the RBI would announce a cut in CRR to alleviate the stress on liquidity, the central bank indicated such a move would be contrary to its
anti-inflationary stance.
CBLO rates hovered in the range of 8.50%-9.00% levels for most part of the month mainly due to advance tax outflows. In order to ease the liquidity situation, the Reserve
Bank allowed banks to borrow from the Marginal Standing Facility (MSF). Further, the RBI decided to purchase government securities worth Rs 12,000 crore on December
29, 2011. Amidst all this, the CBLO rate tapered off on the last working day of the year to 6.8180%.
The global economic situation continues to be fragile with no credible solution as yet to the immediate euro area sovereign debt problem. India's Balance of Payments in the
three months through September shrank to $276mln, the least since the period ended June 2009, from $5.4bln in the previous quarter. The current account deficit widened
to $16.9bln (3.6% of GDP) in Q2 FY12 from $15.8bln (3.4% of GDP) in Q1 FY12. The widening of the current account deficit was primarily driven by an increase in the
merchandise trade deficit from $41.7bln in Q1 FY12 to $43.9bln in Q2 FY12, despite higher growth in exports relative to imports.
Industrial performance has further deteriorated as reflected in the decline of the index of industrial production (IIP) by 5.1 per cent, y-o-y, in October 2011.
Both inflation and inflation expectations are currently above the comfort level of the Reserve Bank. On a y-o-y basis, headline WPI inflation moderated to 9.1 per cent in
November from 9.7 per cent in October, driven largely by decline in primary food articles inflation.
Auction calendar for rest of this fiscal year both for T Bills and GoI dated securities was released on 30 December 2011, with TB issuance of Rs.152000Cr and dated
security issuance of Rs.116000Cr.Thus, the overall excess borrowings announced for this quarter is at Rs. 69,000Cr, with TB of Rs.29, 000Cr and dated securities of
Rs. 40,000 Cr.
The 10-year benchmark bond (8.79% GS 2021) ended at 8.56% as on 30 December 2011 up by 2 bps from its previous close. During the day bond traded in the range of
8.53% -8.59%. The yield on the AAA 10-year corporate bonds traded in the 9.42-9.44% range.
Rupee dropped to 53.015 as on 30 December 2011 from 54.30 as on 15 December 2011. In a bid to check the rupee slide, the Reserve Bank of India has imposed
restrictions on forward trading in the local currency by foreign institutional investors (FIIs) and traders, and capped banks exposure to the forex market.
Fund houses faced redemption pressure due to advance tax payments during the early part of December 2011. Rates of short-term debt instruments rose mainly due to
increase in supply, and as mutual funds avoided buying these papers because of tight liquidity conditions. Three months CD rates were in the range of 9.40%-9.50% levels
as on 19 December 2011. As on December 30 2011 the three - months CD rates were in the range of 9.30%-9.35% levels.
Outlook:
Apart from extra borrowing via dated government securities, the government will also borrow Rs.152000Cr through sale of treasury bills in Jan-Mar.Market participants are
awaiting the impact of the borrowing program on the bond yields. Yield on the 10-year G-Sec i.e. 8.79% G-Sec 2021 is likely to hover around the 8.35-8.55% band. Tight
liquidity in the banking system will also prompt banks to lend funds at a higher rate. The Call rate is likely to remain around 9.00% and CBLO may move in the 8.50%-8.75%
range. The short-term rates will draw cues from the liquidity deficit scenario. The Third Quarter Review of Monetary Policy for 2011-12 is on January 24, 2012.RBI would
closely monitor the prevailing liquidity conditions and is expected to intervene with bond purchases under open market operations to reduce liquidity deficit. A cut in the CRR
may be on the cards if RBI would be unable to counter the liquidity crunch solely through the Open Market Operations.
