ANALYSIS OF MARKET INDICES ANDCOMPONENT STOCKS

Summary The Stock index is a barometer of nation’s economic health as market prices reflect expectation about the economy’s performance. However, it measures overall market sentiment through a set of stocks that are representative of the market and provides investors information regarding the average share price in the market. The indices of BSE and NSE reflect the overall market sentiments that is both SENSEX and NIFTY have shown up pattern when economy was good, both slowed down when there was a depression.
In this study, the emphasis is laid extensively towards analysing the component stocks of these indices. The study focuses on analysing the 30 component stocks (companies) that form the benchmark index of Bombay Stock Exchange, that is, Sensex.
These 30 stocks have been analysed on the basis of their key financials, their current market status, performance; and their future growth prospects.
On the basis of the study undertaken, the recommendations have been given for each of the 30 companies, as to whether the new investor should either buy the stock; or the existing investor should continue to hold the stock as an investment; or the investor should sell the stock or reduce his stake.
Also, few other analytical aspects, for instance, top holding by mutual funds & foreign institutional investors among the Sensex companies, Sensex reformation- the companies that had previously left or entered the market, Highest dividend paying companies of Sensex, Best performing Sensex Sectors & Sensex Performance over a period of time have also been given.
The observations are given at the end of this study. The observations would guide the investor with regards to the general mistakes that are made by the investors while making an investment in the equity markets.

Meaning: An aggregate value produced by combining several stocks or other investment vehicles together and expressing their total values against a base value from a specific date.
Market indices are intended to represent an entire stock market and thus track the market's changes over time.
An index is a sample of stocks that provide a glimpse at the broader market. When someone says that market is up 100 points, they are actually referring to the index.
The market indices are classified as Global & National.
A 'world' or 'global' stock market index includes typically large companies without regard for where they are domiciled or traded.
A 'national' index represents the performance of the stock market of a given nation—and reflects the investor sentiment on the state of its economy. The most regularly quoted market indices are national indices composed of the stocks of large & heavily traded companies listed on a nation's largest stock exchanges, such as the Sensex & Nifty. Other indices may be regional such as the FTSE Developed Europe Index or the FTSE Developed Asia Pacific Index.
A stock market index or just ‘index’ is a number that measures the relative value of a group of stocks. As the stocks in this group change value, the index also changes value. If an index goes up by 1% then that means the total value of the securities which make up the index have gone up by 1% in value.
The most common index such as the SENSEX, is made up of stocks but there are indices of bonds, real estate and others. Usually the index value is in terms of ‘points’ – as in “the SENSEX dropped 500 points today”. This means that the index went from a value of perhaps 25000 points to a value of 24500 points. The points don’t mean anything – the best way to look at an index number is to compare it with a previous value such as the previous day’s number.
EXAMPLE
The ABC index is made up of four companies. As of the end of yesterday’s trading day the ABC index was set at 4,123 points. Today, two of the companies went up in value, one company dropped in price and the fourth company stayed the same – the total value of those stocks went up by 2% so the ABC index is now 2% higher or 4205 point.

1.1 IMPORTANCE OF MARKET INDEX
Stock market indices are vital to macroeconomists, financial economists as well as actors in financial world. Consistent indices are essential to assess long term regularities that help in understanding the behaviour of financial actors, the evolution of the economy, and to make international comparisons. Financial indices are also useful for traders and investors seeking for summary, accurate, easily and rapidly available information on stock markets. History shows that a great variety of indices has been created in order to measure the performance of stock markets. This variety grew especially rapidly in the recent years.
Although the stock market is much more dynamic than the indexes suggest, along with the fact that there are different ways to calculate the indexes, causing calculation bias, the stock market indexes are useful in a number of ways to stock investors.
First, the market indexes provide an historical perspective of stock market performance, giving investors more insight into their investment decisions. Investors who do not know which individual stocks to invest in can use indexing as a method of choosing their stock investments. By wanting to match the performance of the market, investors can invest in index mutual funds or index exchange-traded funds (ETFs) that track the performance of the indexes with which they are aligned. This form of investing gives investors the opportunity to do as well as the markets and not significantly underperform the markets.
The second benefit of stock market indexes is that they provide a yardstick with which investors can compare the performance of their individual stock portfolios. Individual investors with professionally managed portfolios can use the indexes to determine how well their managers are doing in managing their money.
The third major use of stock market indexes is as a forecasting tool. Studying the historical performance of the stock market indexes, you can forecast trends in the market.
Stock indices are termed as leading economic indicators as they indicate what is going to happen in the economy in the future. The returns generated in the stock market are based on future expectations. The future streams of expected returns from the companies are discounted to arrive at their present value known as market price.
Traditionally, indices have been used as information sources. By looking at an index we know how the market is faring. This information aspect also figures in the applications of stock market indices in economic research. This is particularly valuable when an index reflects highly updated information and the index is a lead indicator of how the overall portfolio will fare. In recent years, indices have shown direct applications in finance, in the form of index funds and index derivatives.
Hedging using index derivatives has become a central part of risk management in the modern economy. These applications are now a multi-trillion dollar industry worldwide, and they are critically linked up to market indices. 3
A stock market index should capture the behaviour of the overall equity market.
Movements of the index should represent the returns obtained by “typical” portfolios in the country. The ups & downs reflect the changing expectations of the stock market about future dividends of India's corporate sector. When the index goes up, it is because the stock market thinks that the prospective returns in the future will be better than previously thought.
When prospects of returns in the future become pessimistic, the index drops. The ideal index gives us instant-to-instant readings about how the stock market perceives the future of India's corporate sector.
The basic idea of an index is that every stock price moves for two possible reasons: news about the company (e.g. a product launch, or the closure of a factory, etc.) or news about the country (e.g. nuclear bombs, or a budget announcement, etc.). The job of an index is to purely capture the second part, the movements of the stock market as a whole (i.e. news about the country). This is achieved by averaging. Each stock contains a mixture of these two elements - stock news and index news. When we take an average of returns on many stocks, the individual stock news tends to cancel out. On any one day, there would be good stock specific news for a few companies and bad stock-specific news for others. In a good index, these will cancel out, and the only thing left will be news that is common to all stocks. The news that is common to all stocks is news about India. That is what the index will capture.
The most important type of market index is the broad-market index, consisting of the large, liquid stocks of the country. In most countries, a single major index dominates benchmarking, index funds, index derivatives and research applications.
In addition, more specialised indices often find interesting applications. In India, we have seen situations where a dedicated industry fund uses an industry index as a benchmark. In India, where clear categories of groups exist, it becomes interesting to examine the performance of classes of companies sorted by such group.
The indices are basically divided into the following types:

Chp.2. History of Market Indices When people talk about the market going up or down, showing a strong performance or a weak one, or turning bull or bear, they are referring to the market as seen through the lens of indexes.
Indexes work like a summary of the market by tracking the top stocks within a market. As one of the biggest factors in the performance of stocks is the health of the market, it is hard to believe that indexes have been around for less than half the history of stock exchanges.
The Early History of Stock Market Indices
CRASH OF 1929
The stock market's reputation has seen highs and lows throughout its history. Its lowest point is best shown in the years following the crash in 1929 because it destroyed the value of so many people's investments.

2.1 Before The Dow Jones The first 120 years of the New York Stock Exchange has to rank as the second worst low for the Dow. The mistrust of the market during this time was not as intense, but it was much more sustained. The main reason behind this low was that people involved in the market were speculating rather than investing. This wasn't entirely their fault as regulations were quite loose and whatever information you could get wasn't guaranteed to be accurate or even truthful. This, coupled with the vulture-like dealers and brokers who circled around Wall Street waiting for investors they could exploit, made the markets more volatile. There were many honest brokers, companies and dealers, but there was nothing to stem the tide of fraud flowing from the less scrupulous ones.
Lack of Knowledge - people didn't understand the market or its fractions and points. The idea of a market was still one of stalls where you could browse farmers' produce and buy your groceries. The idea of buying the performance of a company was difficult for 17th and early-18th century Americans to grasp.
Remember that most adults of this time had spent their childhoods in mines, factories and fields rather than schools. Even the elite who were involved in the market didn't fully understand it in some cases. They understood that it went through periodic ups and downs in the same vague way that a person in the hold of a ship can guess whether it is at sea or in port by the motion, but still have no idea of the size or frequency of the waves they'll encounter. Without this information, buying a stock when it was overpriced or underpriced was mostly a matter of luck. 6
2.2 The Very First– Dow Jones
Sir Charles H. Dow
Charles H. Dow, a finance journalist, unveiled the first stock index in 1896.
His Dow Jones Industrial Average was an average of the top 12 stocks in the market. As this was just at the tail end of the industrial revolution, the majority of these companies were in the industrial sector (steel mills, railroads, mining, etc.). He calculated the DJIA by taking all of the stock prices, adding them together and then dividing them by the number of stocks. The number that came out of this equation on May 26, 1896, was 40.94. The range of the Dow has since been expanded. The first stock-market indices were constructed and published by financial newspapers as day-to- day summaries of the stock price fluctuations. The Dow Jones was first published by
Customer’s Afternoon Letter. Other journals followed much later, either because the demand remained limited or because the press was not very responsive to that demand. This increased dramatically in the 1920s, a booming period both for the stock markets and the financial press.
Dow started the Railroad Average in 1884, now the Dow Jones Transportation Average and the Utility Average in 1929. In 1928, it became necessary to switch the method of calculating the Dow indexes because companies were doing mergers and stock splits that warped the numbers. The Dow switched to a system of flexible divisors that change in order to keep the average from distorting from these and other complications.
Dow also founded The Wall Street Journal, which has become one of the most respected financial publications in the world.
Dow thought of his average as a measure of the market's tide. Through his calculations, he was basically placing a stick at the high water mark of each wave, or trading day. If the waves kept pushing him and his stick up the beach, then the tide was rising. If he had to walk out farther each time to pick up the stick, then the tide was receding. Armed with this measure, Dow was able to see whether the market rose for a consecutive period, as with a bull market, or if it regularly fell, as with a bear market.

2.3 Standard & Poor’s 500 Standard & Poor's 500 traces its roots to 1860, when Henry Varnum Poor published "History of the Railroads and Canals of the United States." Rather than being a literal history of the railroad, it was the first financial history of all the companies laying track or digging canals in the United States. Poor hoped that his book would help get information to investors outside the banking district. Its success led him to publish the Manual of the Railroads of the United States on an annual basis.
The rate at which Poor's publications sold out encouraged other companies like Standard Statistics and Moody's Manual Co. to broaden their operations beyond just railroad stocks. These three firms underwent a slow series of mergers from 1913-1941. During this process, Standard Statistics started keeping an index of 223 stocks in different sectors of the market, but had to
reduce it to 90 because there was no machine or person who could match the computing challenge of updating an index containing so many companies. One of the things that distinguished this index from the more popular DJIA was the fact that it was a market-weighted average rather than price-based like the Dow. This more accurate measure of the overall market was not fully appreciated until much later.
Poor's company went bankrupt after the 1929 crash and was absorbed into Standard Statistics on gracious terms. The newly formed Standard & Poor's 90 Index, merely a renaming of the Standard Statistics 1926 index, was the only index that was computed daily. In 1946, Standard & Poor bought a punch card computer from IBM and was suddenly able to expand the index to 500 companies, which could be updated hourly.
2.4 Technology Stocks’ Run
In 1985, the Nasdaq introduced its own index to compete with the S&P. The Nasdaq 100 was designed as a market-weighted index that contained more companies from the technology sector - largely unmapped territory at the time. The Nasdaq itself was designed to market these stocks and it had been steadily growing in power as both the computer and the internet brought technology into people's homes. The popularity of technology during the 1980s and '90s earned the Nasdaq 100 the third spot on the financial news reports. This increased exposure caused more investors to flock to the inflating bubble in the late '90s and, consequently, increased the damage from the tech crash. Despite its unfortunate role in the crash (and thanks to an increasingly technologically dependent world), the Nasdaq 100 continues to earn its place as one of the premier indexes in the world.

The term Capitalization refers to the ‘market capitalization of the stock’. There are three main classifications when it comes to #Market Cap. Large Cap. Medium Cap. Small Cap.
Large Cap Index:
These are stocks of usually large and well-established companies that have a strong market presence and are generally considered as safe investments. One important fact about large caps is that information regarding these companies is readily available in newspapers and magazines. Most of the large cap companies have good disclosures and therefore there is no dearth of information for an Investor looking into them. These companies have been around in the industry long enough and have firmly established themselves as leading players. Their stocks are publicly traded and have large market capitalization.
Mid Cap Index:
They lie between large cap stocks and small cap stocks. Mid cap stocks are those that generally have a market capitalization within the range of Rs.50 and Rs.200 billion. These represent mid-sized companies that are relatively more risky than large cap as investment options yet, they are not considered as risky as small cap companies. They rank between the two extremes on all the important parameters like size, revenues, employee and client base. When one invests in mid cap for the long term, he may be investing in companies that could become tomorrow's runaway success stories.
Small Cap Index:
Small cap companies have smaller revenue and client bases, and usually include the start-ups or companies in the early stage of development. Small cap stocks are potentially big gainers as they are yet to be discovered within the sector and can show growth potential in large numbers once unfurled in the market. However, as these enterprises are small ventures, these should be researched properly. This is considering that a lot of small companies do not have the financial strength to survive bad times and some of them might be mismanaged businesses run by greedy promoter.

The CNX Nifty, also called the Nifty 50 or simply the Nifty, is National Stock Exchange of India's benchmark stock market index for Indian equity market. Nifty is owned and managed by India Index Services and Products (ISL), which is a wholly owned subsidiary of the NSE Strategic Investment Corporation Limited. IISL had a marketing and licensing agreement with Standard & Poor's for co-branding equity indices until 2013. The 'CNX' in the name stands for 'CRISIL NSE Index'.
CNX Nifty has shaped up as a largest single financial product in India, with an ecosystem comprising: exchange traded funds (onshore and offshore), exchange-traded futures and options (at NSE in India and at SGX and CME abroad), other index funds and OTC derivatives (mostly offshore).
The CNX Nifty covers 22 sectors of the Indian economy and offers investment managers exposure to the Indian market in one portfolio. During 2008-12, CNX Nifty 50 Index share of NSE market capitalisation fell from 65% to 29% due to the rise of sectorial indices like CNX Bank, CNX IT, CNX Mid Cap, etc. The CNX Nifty 50 Index gives 29.70% weightage to financial services, 0.73% weightage to industrial manufacturing and nil weightage to agricultural sector.[2] The CNX Nifty index is a free float market capitalisation weighted index. The index was initially calculated on full market capitalisation methodology. From June 26, 2009, the computation was changed to free float methodology. The base period for the CNX Nifty index is November 3, 1995, which marked the completion of one year of operations of National Stock Exchange Equity Market Segment. The base value of the index has been set at 1000, and a base capital of Rs.2.06 trillion.The CNX Nifty Index was developed by Ajay Shah and Susan Thomas.
CNX Nifty is based upon solid economic research and is well respected internationally as a pioneering effort in better understanding how to make a stock market index. CNX Nifty Index is computed using free float market capitalization method, wherein the level of the index reflects the total free float market value of all the stocks in the index relative to particular base market capitalization value.
CNX Nifty can be used for a variety of purposes such as benchmarking fund portfolios, launching of index funds, ETF’s and structured products. S&P CNX Nifty is based upon solid economic research. A trillion calculations were expended to evolve the rules inside the S&P CNX Nifty index. The results of this work are remarkably simple: (a) The correct size to use is 50, (b) stocks considered for the S&P CNX Nifty must be liquid by the impact cost’ criterion, (c) The largest 50 stocks that meet the criterion go into the index. S&P CNX Nifty is a contrast to the methods that have gone into index construction in the preceding years, where indices were made out of intuition and lacked a scientific basis.
The research that led up to S&P CNX Nifty is well-respected internationally as a pioneering effort in better understanding how to make a stock market index.

4.1 Eligibility Criteria for Selection of Constituent Stocks
Market impact cost is the best measure of the liquidity of a stock. It accurately reflects the costs faced when actually trading an index. For a stock to qualify for possible inclusion into the CNX Nifty, have traded at an average impact cost of 0.50% or less during the last six months for 90% of the observations, for the basket size of Rs.20 Million.
The company should have an investable weight factor (IWF) of at least 10%.
The company should have a listing history of 6 months.
A company which comes out with an IPO will be eligible for inclusion in the index, if it fulfils the normal eligibility criteria for the index for a 3 month period instead of a 6 month period.
4.2 Index Re-Balancing
Index is re-balanced on semi – annual basis. The cut-off date is January 31 and July 31 of each year, i.e. For semi-annual review of indices, average data for six months ending the cut-off data is considered. Four weeks prior notice is given to market from the date of change.
4.3 Index Governance
A professional team at IISL manages CNX Nifty Index. There is a three-tier governance structure comprising the Board of Directors of IISL, the Index Policy Committee, and the Index Maintenance Sub-Committee.

4.9 Index Trade
The index assigns weightages to index components, and the weight of a stock is proportional to its market capitalisation. This idea can be applied to buying the S&P CNX Nifty. If you buy all 50 stocks in the S&P CNX Nifty, in correct proportions, that would be called an index trade.
4.10 Index revisions The world changes, so the index should change. Yet, the change should not be sudden - for that would disrupt the character of the index. S&P CNX Nifty uses clear, researched and publicly documented rules for index revision. These rules are applied regularly, to obtain changes to the index set. Index reviews are carried out every quarter to ensure that each security in the index fulfils all the laid down criteria. SBI was once illiquid; Infosys was once a new software company. The world changes, and one by one, these stocks have come into the S&P CNX Nifty. Each change in the S&P CNX Nifty is small, so the continuity of the index is maintained. Yet, at all times, S&P CNX Nifty represents the 50 most important liquid stocks in the country, the best companies to build an index out of. There are mathematical formulas, which ensure that yesterday’s value and today’s value are comparable, even if a change in a composition takes place in-between. The internal committee of IISL, (Index maintenance Sub - Committee) manages the index revisions.
4.11 Index Level Think of an index as a portfolio. The composition of the portfolio changes, but it is still meaningful to keep measuring the overnight returns on the portfolio from day today. These returns, cumulated up, are the index level.

For the premier Bombay Stock Exchange that pioneered the stock broking activity in India, 135 years of experience seems to be a proud milestone. A lot has changed since 1875 when 318 persons became members of what today is called The Stock Exchange, Mumbai by paying a Princely amount of Re. 1.
Since then, the country's capital markets have passed through both good and bad periods. The journey in the 20th century has not been an easy one. Till the decade of eighties, there was no scale to measure the ups and downs in the Indian stock market. The Stock Exchange, Mumbai in 1986 came out with a stock index that subsequently became the barometer of the Indian stock market.
Sensex is not only scientifically designed but also based on globally accepted construction and review methodology. First compiled in 1986, Sensex is a basket of 30 constituent stocks representing a sample of large, liquid and representative companies.
The base year of Sensex is 1978-79 and the base value is 100. The index is widely reported in both domestic and international markets through print as well as electronic media.
The Index was initially calculated based on the "Full Market Capitalization" methodology but was shifted to the free-float methodology with effect from September 1, 2003. The "Free-float Market Capitalization" methodology of index construction is regarded as an industry best practice globally. All major index providers like MSCI, FTSE, STOXX, S&P and Dow Jones use the Free-float methodology.
Due to is wide acceptance amongst the Indian investors; Sensex is regarded to be the pulse of the Indian stock market. As the oldest index in the country, it provides the time series data over a fairly long period of time (From 1979 onwards). Small wonder, the Sensex has over the years become one of the most prominent brands in the country.
The growth of equity markets in India has been phenomenal in the decade gone by. Right from early nineties the stock market witnessed heightened activity in terms of various bull and bear runs. The Sensex captured all these events in the most judicial manner.
Chp.5. S&P BSE Sensex

Sensex is calculated using the "Free-float Market Capitalization" methodology. As per this methodology, the level of index at any point of time reflects the Free-float market value of 30 component stocks relative to a base period. The market capitalization of a company is determined by multiplying the price of its stock by the number of shares issued by the company. This market capitalization is further multiplied by the free-float factor to determine the free float market capitalization.
The base period of Sensex is 1978-79 and the base value is 100 index points. This is often indicated by the notation 1978-79=100. The calculation of Sensex involves dividing the Free-float market capitalization of 30 companies in the Index by a number called the Index Divisor.
The Divisor is the only link to the original base period value of the Sensex. It keeps the Index comparable over time and is the adjustment point for all Index adjustments arising out of corporate actions, replacement of scrips etc. During market hours, prices of the index scrips, at which latest trades are executed, are used by the trading system to calculate Sensex every 15 seconds and disseminated in real time.

Free-float Methodology refers to an index construction methodology that takes into consideration only the free-float market capitalisation of a company for the purpose of index calculation and assigning weight to stocks in Index. Free-float market capitalization is defined as that proportion of total shares issued by the company that are readily available for trading in the market.
It generally excludes promoters' holding, government holding, strategic holding and other locked-in shares that will not come to the market for trading in the normal course. In other words, the market capitalization of each company in a Free-float index is reduced to the extent of its readily available shares in the market.
In India, BSE pioneered the concept of Free-float by launching BSE TECk in July, 2001 and Bank Ex in June, 2003. While BSE TECk Index is a TMT benchmark, BankEx is positioned as a benchmark for the banking sector stocks. Sensex becomes the third index in India to be based on the globally accepted Free-float Methodology.
5.1 Calculation of Sensex

Suppose the Index consists of only 2 stocks:
Stock A and Stock B.
Suppose company A has 1,000 shares in total, of which 200 are held by the promoters, so that only 800 shares are available for trading to the general public. These 800 shares are the so-called 'free-floating' shares.
Similarly, company B has 2,000 shares in total, of which 1,000 are held by the promoters and the rest 1,000 are free-floating.
Now suppose the current market price of stock A is Rs.120. Thus, the 'total' market capitalisation of company A is Rs.120,000 (1,000 x 120), but its free-float market capitalisation is Rs.96,000 (800 x 120).
Similarly, suppose the current market price of stock B is Rs.200. The total market capitalisation of company B will thus be Rs.400,000 (2,000 x 200), but its free-float market cap is only Rs.200,000 (1,000 x 200).
So as of today the market capitalisation of the index (i.e. stocks A and B) is Rs.520,000 (Rs.120,000 + Rs.400,000); while the free-float market capitalisation of the index is Rs.296,000. (Rs.96,000 + Rs.200,000).
The year 1978-79 is considered the base year of the index with a value set to 100.
What this means is that suppose at that time the market capitalisation of the stocks that comprised the index then was, say, 60,000 (remember at that time there may have been some other stocks in the index, not A and B, but that does not matter), then we assume that an index market cap of 60,000 is equal to an index-value of 100.
Thus the value of the index today is = 296,000 x 100/60,000 = 493.33
This is how the Sensex is calculated.
The factor 100/60000 is called index divisor.

5.3 The Scrip Selection Criteria for S&P BSE SENSEX
The general guidelines for selection of constituents in S&P BSE SENSEX are as follows:
Equities of companies listed on Bombay Stock Exchange Ltd. (excluding companies classified in Z group, listed mutual funds, scrips suspended on the last day of the month prior to review date, scrips objected by the Surveillance department of the Exchange and those that are traded under permitted category) shall be considered eligible.
Listing History: The scrip should have a listing history of at least three months at BSE. An exception may be granted to one month, if the average free-float market capitalization of a newly listed company ranks in the top 10 of all companies listed at BSE. In the event that a company is listed on account of a merger / demerger / amalgamation, a minimum listing history is not required.
The scrip should have been traded on each and every trading day in the last three months at BSE. Exceptions can be made for extreme reasons like scrip suspension etc.
Companies that have reported revenue in the latest four quarters from its core activity are considered eligible.
From the list of constituents selected through Steps 1-4, the top 75 companies based on free-float market capitalisation (avg. 3 months) are selected as well as any additional companies that are in the top 75 based on full market capitalization (avg. 3 months).
The filtered list of constituents selected through Step 5 (which can be greater than 75 companies) is then ranked on absolute turnover (avg. 3 months).
Any company in the filtered, sorted list created in Step 6 that has Cumulative Turnover of >98%, are excluded, so long as the remaining list has more than 30 scrips.
The filtered list calculated in Step 7 is then sorted by free float market capitalization. Any company having a weight within this filtered constituent list of <0.50% shall be excluded.
All remaining companies will be sorted on sector and sub-sorted in the descending order of rank on free-float market capitalization.
Industry/Sector Representation: Scrip selection will generally attempt to maintain index sectoral weights that are broadly in-line with the overall market.
Track Record: In the opinion of the BSE Index Committee, all companies included within the S&P BSE SENSEX should have an acceptable track record.

5.4 What causes Stock prices to change?
Stock prices change every day as a result of market forces. This means that share prices change because of supply and demand. If more people want to buy a stock (demand) than sell it (supply), then the price moves up. Conversely, if more people wanted to sell a stock than buy it, there would be greater supply than demand, and the price would fall. Understanding supply and demand is easy. What is difficult to comprehend is what makes people like a particular stock and dislike another stock. This comes down to figuring out what news is positive for a company and what news is negative. There are many answers to this problem and just about any investor you ask has their own ideas and strategies.
The principal theory is that the price movement of a stock indicates what investors feel a company is worth. The price of a stock doesn't only reflect a company's current value, it also reflects the growth that investors expect in the future.
Earnings are what affect investors' valuation of a company, but there are other indicators that investors use to predict stock price. Remember, it is investors' sentiments, attitudes and expectations that ultimately affect stock prices.
The most important factor that affects the value of a company is its earnings. Earnings are the profit a company makes, and in the long run no company can survive without them. If a company never makes money, it isn't going to stay in business. Public companies are required to report their earnings four times a year (once each quarter).
Investors & analyst watch with great attention at these times, which are referred to as earnings seasons. The reason behind this is that analysts base their future value of a company on their earnings projection. If a company's results surprise (are better than expected), the price jumps up. If a company's results disappoint (are worse than expected), then the price will fall.
It's not just earnings that can change the sentiment towards a stock (which, in turn, changes its price). During the dotcom bubble, for example, dozens of internet companies rose to have market capitalizations in the billions of dollars without ever making even the smallest profit. As we all know, these valuations did not hold, and most internet companies saw their values shrink to a fraction of their highs. Still, the fact that prices did move that much demonstrates that there are factors other than current earnings that influence stocks.
Investors have developed literally hundreds of these variables, ratios and indicators. Some you may have already heard of, such as the price earnings ratio, while others are extremely complicated and obscure with names like Chaikin Oscillator or Moving Average Convergence Divergence.

The Bombay Stock Exchange developed the BSE SENSEX in 1986, giving the BSE a means to measure overall performance of the exchange. In 2000, the BSE used this index to open its derivatives market, trading SENSEX future contacts. The development of SENSEX option along with equity derivatives followed in 2001 and 2002, expanding the BSE‟s trading platform. Historically an open-cry floor trading exchange, the Bombay Stock Exchange switched to an electronic trading system in 1995.
The growth of the equity market in India has been phenomenal in the present decade. Right from early nineties, the stock market witnessed heightened activity in terms of various bull and bear runs. Sensex is represented by various sectors whose weight is based on free float market capitalization. Sectors representing the Sensex keeps changing based on the performance of the sector during an economic cycle and accordingly stocks are added and removed changing sector weightings.
Over the years Sensex sector composition has changed and fewer sectors represent the Sensex. In 1990 around 15 sectors represented the Sensex. Gradually this has reduced and currently only 10 sectors make up the Sensex.

Sector composition keeps changing; however there are 8 sectors namely Capital Goods, FMCG, Healthcare, Metal-Metal Products & Mining, Oil & Gas, Capital Goods, Finance and IT which have been part of the index since 1998 although their weightings have kept changing. These 8 sectors at any given point have aggregate of more than 80% weightage in the index.

The weightage of a company in the Sensex or Nifty depends on its free-float m-cap. It is a percentage of the total market capitalisation of the index. So, if the market capitalisation of a company is Rs.1 crore, while that of the index if Rs.200 crore, its stock has a weightage of 0.5%. For this reason, higher the free-float m-cap of a company, greater is its weightage on the index. Also, the more the public-holding, the higher will be the free float market capitalisation.
Suppose, today the value of Sensex is 20,000 and a company like TCS holds a weightage of 10%, this means, TCS’s value as a portion of the Sensex is 2000. So, if TCS’ share price increases by 5%, its value of 2000 will also rise by the same percentage to 2100. As a result, the Sensex will also rise by 100 points.
Many investment firms also follow weightages of stocks and also allocate funds the same way. So, for example, if the weightage of a company drops in the Sensex, the percentage of total funds being allocated will also fall. (The values given in the following pie diagram are rounded off)

While ITC’s cigarette division continues to clock healthy growth, its improving profitability in the non-cigarette businesses is driving earnings. Despite a hike in excise duty of cigarettes it has witnessed volume growth.
ITC is planning to enter the lucrative dairy market much of which is unorganised. The move is part of ITC’s diversification strategy. Before this, the companies’ last move was to venture into the consumer goods business, which has successfully paved off.

While the problem of crisis of leadership may have been solved, it will be some time before the management changes are reflected in numbers.

Though there is a risk of timing, Reliance Industries is going to be the biggest beneficiary of the recent natural gas price reform. The Indian rupee’s depreciation & improving refining margins are going to be the other drivers of its earnings.
Analysts have already started upgrading their earnings estimates for the financial year 2015-16. The upgrades are in the range of 15-16%.

Imported ethane will substitute its current propane imports and a portion of naphtha used for ethylene production. It is set to start selling diesel from over 1,400 petrol pumps across India from October this year.

The June marked the 58th consecutive quarter of over 20% year on year growth in net profit for HDFC Bank. Yet, its stock had been languishing perhaps because of its high valuation and the prolonged economic slowdown until last year. This despite the fact that the bank remains best in class in terms of core parameters like earnings, growth, asset quality, high NIM, high CASA & high return ratios.
However, anlysts are of the view that most of the positives are already factored into the stock’s price, which leaves little room for an upside. The opinion can certainly change if the merger with HDFC comes to picture.

HDFC Bank, India's second-largest private sector lender by revenue, is planning a renewed push into the country's vast rural hinterland, and expects its non-urban operations to become profitable by 2016.
The fortunes are closely watched by international fund managers given its reputation for asset quality and technological innovation, and their investments have made the bank India's largest by market capitalisation.
The retail loans accelerated at the fastest pace of 14.5% year on year during the period, while loans to industry expanded 10%. The loans to services increased 12% to during the same period and farm loans expanded 7.6%.
HDFC Bank's deteriorating asset quality continues to pose a major challenge. As the company, aiming at rapid expansion, stretches to meet growth targets and takes on new loans that are better to avoid, it often leads to asset quality deterioration. With the bank further expanding its reach, we believe that this trend will likely persist going forward.

HDFC continues to be the disputed leader among the housing finance companies. The other factors that attract long term investors to this counter include its operational excellence demonstrated over several decades, sustainable revenue & net profit growth & high asset quality. Despite its big size, HDFC’s base is expected to grow by more than 20% in the coming years as well.
Though spreads within the sector may get squeezed in the medium term due to the problems faced by the housing sector, HDFC is well positioned to defend its margins due tto its wider reaach & size. However, there is not much upside in the medium term in this counter as the valuation is high. For long term perspective, it is a definite buy.

Despite the likely impact of the anticipated US Immigration Bill, the Indian IT’s strongest player is expected to continue to do well in the future as well. Since the bill will have significant impact if passed in the current form, TCS has already started concentrating on newer opportunities (under penetrated geographies & new technologies).
Tata Consultancy Services being the biggest Indian IT player, TCS is benefiting from from the ongoing US ecnomic revival. It is also expected to benefit in a big way from the rupees depreciation. With TCS being the market’s favourite, its valuation is a little stretched at the current levels.

For the past few quarters, ICICI Bank has been churning out very good numbers despite a slowdown in the economy. It has shown improvement in operating performance & a pick-up in retail business growth.
In the future, net interest margin is expected to further improve by almost 300 bps over financial years 2011-13 & is expected to expand due to the healthy performance by subsidiaries, mainly general insurance. The stock appears attractively price at current levels & should give a reasonable upside given the ongoing expansion.

While it is reasonable for the market to punish weak counters from the infra sector, a strong player like L&T has also taken a beating. Many infrastructure players face a cash crunch. IN the auto sector, the commercial vehicles segment is the worst affected. Tata motors passenger vehicle segment is also under pressure.
Due to these factors, the company’s consolidated numbers may remain weak for a few more quarters despite Jaguar & Land Rover (JLR) good performance. In addition to the continued traction of the new Range Rover, JLR has a strong range of products for the nexxt two to three years. Jaguar Land Rover faced probes from China’s antitrust regulator, due to alleged monopolistic practices of inflating vehicle and spare parts prices. China probes possibly hurting profits, coupled with tepid sales outlook in the politically troubled Eastern Europe, weighed on automotive stocks, which performed weaker than broader indices.
Moody's Investors Service has recently upgraded ratings of Tata Motors, on account of Tata Sons' track record in providing timely support to the company. The agency upgraded corporate family ratings of Tata Motors to Ba2/Stable from Ba3/Stable.

The State Bank of India is already going through a tough period of margin compression & asset quality concerns. These problems may continue for a few more quarters till the economy recovers. The Orissa government has granted Sesa Sterlite a prospecting license for two laterite deposits, which would give the company some respite on the raw material front for its 1 million ton per annum alumina refinery in Lanjigarh.
Sesa Sterlite is currently facing losses on account of the high import and transportation costs of bauxite ore from outside Orissa to feed the plant.
The need is also there for meeting fund requirements to repay existing debt and for proposed capital expenditure of the group including subsidiary, associate firms and its buy out of the balance stake of Hindustan Zinc and Balco and for general corporate purposes.

After the recent gas price hike, gas transmission company Gas Authority of India ltd. Could be adversely affected in the near term. Its gas cost will increase substantially, but it will not be able to pass this on to customers as the pricing of both LPG & petrochemicals is based on import parity.

TATA Power continues to suffer due to issues like losses to at Mundra UMPP and lower profitability at the Indonesian coal mines due to weak coal prices. However, with the government bringing in more reforms in the power sector, Tata Power, the country’s most efficient power producer, is expected to reap good dividends.
Though delayed, electricity tariffs have started going up. The State Electricity Regulator has approved a tariff increase for urban residential consumers. While Tata Power looks forward to increase its capacity at the Mundra UMPP to 5600 megawatts, the stock will trade low till there is clarity about the compensatory tariff.

Tata Power’s subsidiary Tata Solar has been ranked as India's largest integrated solar player. Among the domestic module suppliers category also, it is the leading player. The company has been particularly successful at winning large, public sector projects which could be one of the key growth drivers in the future.
In a bid to meet the ever-increasing demand of power for the Mumbai city, Tata Power wants to convert unit 6 of the Trombay plant to run on coal so it can permanently supply 500 mw. However, it has hurdles in its way ahead.
Tata Power's wholly-owned subsidiary Bhira Investments Ltd has redeemed $450 million (approximately Rs.2,700 crore) worth of loans to replace them with less costlier debt options.

Earnings Visibility remains a big concern for this capital goods manufacturer. The prolonged slowdown & poor investment climate are reflected in a falling order book & slackening pace of order execution.
As the demand environment remains sluggish, fiscal year 2015- 16 is expected to be tough for the company. Its revenue & profit margins are expected to decline. Given these issues, there appears to be little scope for a turnaround in the near term. Despite its attractive valuation, the stock may appear to be an underperformer.

State-owned BHARAT HEAVY ELECTRICALS LTD., saw its net profit nearly half to Rs.3,461 crore in the last fiscal, is also keen to tap opportunities in the nuclear power segment and possible entry into core-nuclear area. BHEL has mentioned that power sector is facing numerous constraints related to fuel supply, financial health of the state distribution companies, land acquisition, and regulatory clearances. These factors have resulted in finalisation of fewer new projects and slowdown in execution of some projects.
BHEL is also targeting countries like Russia, Kazakhstan, Belarus, and Tajikistan that form a part of the Commonwealth of Independent States (CIS) and also hold promising investment avenues.
BHEL has bagged an order worth over Rs.3,500 crore for setting up a thermal power project in Gujarat. The contract has been awarded by the GSECL.

Analysts attribute the bank’s growth to the gradual recovery in investor sentiment, amid hopes of a recovery in the macro economy.

8. OBSERVATION
While it is time to rejoice at the booming Indian economy and the historical journey of the Sensex & Nifty, the foremost question in the minds of all investors is whether it is the right time to buy, hold sell stocks now.
The main things to keep in mind are:
1. Don't be greedy: Invest smartly, with some professional help and some study on your own.
2. Avoid 'hot tips': Use your own judgement.
3. Avoid trading/timing the market: 'timing' leads to huge monetary losses and mental tension.
4. Avoid actions based on sentiments: Don't be emotionally attached to stocks.
5. Don't panic if the market drops: Be patient and hold on to the scrip until some stability prevailsin the market. Consult a professional and then act accordingly.
6. Stay invested, possibly continue to invest more: It is natural to book profits with the markets athigher levels. This should be done, but we suggest people should also stay invested in the equity markets. Indian stocks do not appear overstretched at present.
7. Diversify: diversify a bit, looking at stocks, mutual funds, commodities and gold (for a longer-term). If equities pick up some of these stocks again.
8. Sell when value is realized: Some stocks may rise sooner than you may have anticipated. In afrenzied bull run, investors may see their target prices being met in a matter of days. Here time should not be of any consequence.
9. Keep a watch on relative valuations: The real cost of a stock is not the price you pay for it, butthe opportunity cost of not putting your money in another stock with a greater potential to rise.
10. If you realize a mistake, exit: experts emphasize that if investors make mistakes, they shouldexit immediately even at a loss.
