We are pleased to present out latest regular report. As autumn moves on toward the New Year I can say with confidence that the Russian venture capital market is in a better place than most sectors of the Russian economy, though it has not yet returned to growth. Positive signs include a substantial commitment by government to support early-stage projects. In particular, the Generation S accelerator is selecting projects right across Russia and putting them in touch with strategic customers.

Another interesting development is the appearance of interest in the venture industry from top and middle managers of the non-technology corporate sector, who are seeing venture investments as an alternative to (currently depressed) real estate as an object for investment of their company’s spare cash.

Nobody doubts that technologies have penetrated or will penetrate almost every sector of the economy. This means that investments in venture projects make sense both for private investors and also for corporations. The latter may view such investments as purely financial or may be in search of new technologies that can update their business.

This appearance of corporate venture capital funds clearly shows that corporations have grasped the importance of technologies developed out-of-house for the future of their main business. Large corporations in many different sectors have now launched their own accelerators or opened venture investment divisions, from OMZ in metallurgy to NPO Saturn in the aerospace industry, Alfa-Bank in finance, and Inter RAO and Rosatom in the energy sector. However, the jury is still out as regards efficiency of these initiatives. We will follow trades and exits from portfolio companies by new corporate funds and accelerators.

As usual our regular report contains new opinions and interviews by market experts as well as main indicators for the venture capital industry.

Key Findings

The Russian venture capital market shrank by one third y-o-y during 1H2015 in absolute investment amounts (USD). Deal numbers were down by over a quarter.

The only growth of deal numbers was for start-up projects (with measurable results in terms of product/service marketing).

The most active investors over the period were state funds, private funds and business angels (the latter investing either alone or as a part of a syndicate).

There were only two reported exits from projects (Sapato and PayOnline) in 1H2015.

There were only handful of active players left on the Russian non-state VC market by the end of the first half. At the end of June 2015 no more than 10 private funds were ready to invest in local projects and around 3-4 funds were ready to consider investment.

Investors still give preference to B2C projects and the classic IT and telecom segments.

In this highly challenging year for the Russian innovation industry, those investors who stay committed to the local market have become very selective in their choice of both early-stage and relatively mature projects. Investors are making tougher demands on make-up of the project team, which must include businessmen who push product/service marketing from the outset, and they are also insisting on a definite development horizon and proven business model. But this more cautious approach has not averted failures: there was a spate of delays and closures of start-ups in the first half (Boomy, Mamagazin, Sotmarket, Molotok.ru, Completing, Chooos, MyRooms and Witget, to name but a few). Ruble decline added to the woes of investors in local projects, who saw their assets lose 30-50% of their value for this reason alone. However, investment amounts per project were almost changed y-o-y in 1H2015. This was because ruble devaluation was offset by growth of investments in ruble terms. Investments in early-stage projects were between $25,000 and $100,000 (1.5 to 7-8 million rubles) and took equity stakes between 7% and 30% on average, according to our findings. Over-valuations of early-stage startups have disappeared in the new harsher environment. There were only 16 investments in Russian projects at the expansion and growth stage in 1H2015. The strong preference for (relatively inexpensive) start-ups and for projects abroad reflects the overall cooling of interest in the Russian innovation market this year.

There were almost no exits from projects by Russian investors in 1H2015 and this is explained by devaluation of assets. Negative sentiment, which dominated since the summer of 2014, led many investment funds to cease portfolio expansion, and funds that offered assets on the market had to accept sales at knock-down prices to non-specialized buyers. Successful M&A operations were limited in number (Ozon.ru-Sapato-KupiVIP, Payonline-SD Ventures-NetElement). As investors focused on limiting losses and saving their reputation, “exotic" (for Russia) investment schemes such as Media4Equity (Prostor Capital), sweat money (MetaBeta, The Founder Institute), etc. disappeared from the scene.

“We have taken a tougher approach to rating of Russian start-ups, ruble revenue has become much less attractive due to the unpredictable exchange rate and low liquidity of these companies. But, we are still investing in Russian companies that earn dollars. We focus on technological innovation – management innovation is not particularly interesting to us. We are ready to take risks, but not at the seed stage. The Fund monitors firms emerging from foreign accelerators (Y Combinator, TechStars , etc.) and, in Russia, from the IIDF (Internet Initiative Development Fund). Most investments in 1H2015 were made by government funds, private funds and business angels operating either alone or in syndicates. At the end of June 2015 only 10 private funds were ready to invest in local projects and about 3-4 more would consider investing (according to findings of the survey by RMG Partners among active venture investors). Other non-government investors either refocused on Western markets or suspended their activity indefinitely. This left the field open to government, which has broadened the range of subsidies and grants to innovative start-ups, doubling overall funding through the “Start” and "Development" programmes and removing limits on the number of applications from one company (this applies to micro grants from the Skolkovo Foundation). However, the government is now imposing more restrictions on funding applicants. Criteria include location of intellectual property, biography and employment history of participants, letters of support from other government agencies, specific forms of contract reporting, non-government co-funding, etc. The recent market traumas have brought changes in the management teams of government funds and development institutions (the Skolkovo Foundation, Ingria, Kazan IT-Park, Moscow IDC) and also of private funds (Life Sreda, QIWI Venture, Flint Capital).

Private investors kept their focus on software, Internet (B2B and B2C) and other IT in 1H2015, mainly because it is easier to agree terms with such projects (thanks to new legislation concerning deal structuring). Industrial technologies and bio-technologies remained less popular overall and were of interest only to institutional investors (including corporates). Corporates that need innovation inputs for their own business often lack knowledge and contacts to find providers and government is trying to meet this need by organizing national contests (Generation Start as part of the START programme of the Support Fund; WebReady organized by the Skolkovo Foundation). Innovation companies that take part in such contests obtain preference for subsidies, grants and residency at innovation centers. Prize money is provided entirely by government.

“We have almost completely stopped investing in Russian projects and have started investing in Silicon Valley. That means that we have stopped making pre-seed investments and focused on the seed and round A stages. The average valuation of companies has increased because they are at a later stage and the size of the rounds has increased. Demand for Russian projects focused on the local market had decreased sharply by the end of 1H2015. Investors (other than state development institutions) find the risk of failure of such projects too high in the current climate. Interest has therefore shifted to start-ups which are suitable for global expansion (different funds are interested in different global regions, depending on their knowledge), with founders who can easily transfer their teams abroad and scale up their businesses, operating from one of the international start-up hubs (Singapore, London, Taiwan, San-Francisco, New York, Tel Aviv, Santiago, etc.). However, the number of Russian projects that can meet these criteria has declined significantly, for two main reasons: 1) businesses with government participation usually cannot attract a foreign partner for further development; 2) there is no established system for technology transfer from Russia to the rest of the world.

“Funds have definitively understood that capital is not bound by the borders of one country and have practically stopped investing in Russia. We are seeing more activity by business angels (especially micro angels), which have grown in numbers. The market is looking for an alternative to the Silicon valley model, which hasn’t worked in Russia. Regardless of any external events we’ve decided to increase our check, switch to later-stage projects and raise the bar for start-ups. We are ready to invest in technology start-ups, even if demand is unclear, provided that they are managed by an experienced team and the expected return correlates with the level of risk. As shown by the survey of active venture funds, 1H2015 brought no good news for Russian investors trying to sell their assets or seeking additional capital for portfolio companies. The market situation was almost unchanged from the end of 2014. Most funds that stayed in Russia switched their focus to projects that ticked the following boxes: first sales already made; a clear market for the product/service; potential for extensive growth on foreign markets; and break-even point in sight. The survey found that over 50% of funds had raised their requirements for the project team, making the presence of strong managers into the key criteria and rejecting science start-ups that lack clear demand for their products. There has been clear growth in the number of deals sponsored by business angels, including co-financing by angel syndicates operating as micro-funds at the seed stage. But the increase of deal numbers has implied reduction of the average amount invested and fragmentation of the seed stage into sub-stages as investors seek to mitigate risks of start-up bankruptcy. Three quarters of the funds interviewed by RMG Partners said that they do not use online services to assess projects, but prefer to attend demonstration events by graduates from business-incubators and accelerators and to take part in selection and assessment processes. Most of the respondents believe that the crisis has made them more careful when taking investment decisions and when entering into partnerships with other market players and development institutions (including institutional investors and strategic buyers). The following funds took part in the survey: IIDF, Target Ventures, Maxfield Capital, Moscow Seed Fund, RMG Partners, VentureClub, Runa Capital, AltairVC, IT-Online Ventures, Starta Capital.

Methodology

Methods used in this research are based on recommendations developed by the Russian Venture Capital Association (RVCA) with the help of Russian VC market players. “Venture capital investments” are defined as investments of up to 100 million dollars in high-risk, high-tech and potentially highly profitable projects, targeting IRR of at least 15%. “Investments” are defined as acquisition of equity in a non-public company in return for investments and/or long-term financing with the possibility of equity conversion (including with suspensive conditions). Investments may be made by funds (Russian or foreign legal entities raising capital from more than one source for direct investment in non-public companies), individuals or groups of individuals. Only investments in companies working mainly on the Russian market were taken into account. Companies financed by Russian investors, but oriented mostly to foreign markets were not included the measurement of Russian VC investments. In this report “corporations” mean corporate funds (funds that are financed by their founding organizations from internal sources, but which may invest in venture companies not affiliated with the founding organization). Investments in market infrastructure and exits were not taken into account. Investments in market infrastructure mean investments in VC funds, business incubators, business accelerators, technoparks and other institutions that work in the venture market but are not venture companies. Our estimate of VC investment market size includes grants and investment loans. These sums were included in the total market size (even though a grant is a non-repayable subsidy for research and development), since, like repayable investments, they are used to finance commercial VC projects. This Report distinguishes four main stages in the development of VC projects, as follows Seed: the project exists only on paper or as a result of laboratory research. Start-up: a company is being set up or has been operating already for a short time, but it has not yet sold its products for money. Growth: commercial production, first turnover from sales. Expansion: expansion of sales, market share, output, office space, etc. In the deal list below we also define project advancement by the funding stage reached in 1H2015. We refer to the first round of investments as “Seed”, followed by rounds A, B, C, and denote any further stages as C+ We group all VC projects into 7 sectors: biotechnologies; industrial technologies; computer technologies and hardware; other technologies; B2B software/Internet; B2C

software/Internet; other IT. Biotechnologies: healthcare, pharmaceuticals, diagnostics and medical equipment development. Industrial technologies: laser, energy, aerospace technologies, robotics, green and other technologies for industrial use. Computer technologies and hardware: telecommunications, data storage, mobile technologies and computer hardware. Software/Internet – B2B: applications and web services whose clients are enterprises (business management, marketing, IT product development solutions, etc.). Software/Internet – B2C: applications and web services whose clients are individuals (e-commerce, content provision, search engines, consumer finance solutions, education, games, social networks, etc.). The information used in the table of deals below was taken from mass media, open databases (Rusbase, AngelList, etc.), and internal sources of RMG Partners.
