Proposed Reduction in Revenue Sharing with Local Governments Testimony to Senate Appropriations Committees I and II

Governor Rauner’s proposal to cut the transfer to the Local Government Distributive Fund (LGDF) by $634 million1 in fiscal year 2016 would not solve the fiscal problems in Illinois. Instead, the proposal would just shift a portion of the state’s problems onto local governments, which have been more fiscally responsible than the state and have not relied on budget gimmicks that plague the state budget process. As a result of good budget practices, many local governments have had the ability to set aside reserves to handle unexpected costs and inevitable economic downturns. This good planning should be celebrated, not punished. If the General Assembly were to change the statute to reduce revenue sharing for FY 2016, local governments would have to do some combination of the following:

• cut services for residents, • raise revenue elsewhere (if possible), or • raid reserves that they need for inevitable economic downturns.

If localities are handcuffed by a freeze in property taxes as suggested by the Governor’s budget, they would be left with few options but to cut local services. Estimated FY 2016 Losses to Local Governments The Fiscal Policy Center at Voices for Illinois Children has estimated the losses to municipalities and counties across the state (Appendix 1). We used Department of Revenue data on FY 2014 LGDF distributions to estimate how the $634 million reduction in FY 2016 would be allocated. Because LGDF distributions are based on U.S. Census population data for municipalities and counties, estimating each local government’s loss in FY 2016 is straightforward. In Appendix 2, we break down the loss to local governments in every county of the state.

Given projected revenue in the FY 2016 budget book, $1.054 billion in personal income revenue and $214 million of corporate income tax revenue would be transferred into the LGDF — a total of $1.268 billion. The Governor’s proposed transfer is exactly half.

Revenue Sharing Through Distributive Fund Helps Local Governments Prohibited From Having Local Income Tax Many states allow local governments to collect local income taxes (e.g., Indiana, Iowa, Michigan, Missouri, and Ohio); Illinois does not. Thus, sharing of state income tax revenue with local governments plays an important role in funding local government services. This revenue sharing also reduces localities’ need to lean on property taxes even more to fund local services that residents demand. Revenue sharing needs to be seen not as largesse from the state, but as true sharing with local governments that cannot levy income taxes, unlike their counterparts in other states. Cuts Would Upend Local Budgets Losses from the $634 million cut to revenue sharing in FY 2016 would account for, on average, over 4 percent of municipalities’ revenues.2 Furthermore, because many local governments’ fiscal year starts on May 1, they will have to enact their budget prior to knowing what revenue sharing from the state will be. Not All Reserves Available for Operating Expenses While the Governor pointed to local governments’ fund reserves as evidence that they can absorb the hit, counties and municipalities, represent only a subset of the total local fund balances. More importantly, these fund reserves are misleading, because the balances include restricted funds that cannot necessarily be used to fund operating expenses, as the Metro West Council of Government, which represents 34 municipalities, pointed out.3 Wealth Affects Ability to Build Up Fund Reserves Finally, it should not be assumed that all municipalities and counties have had the same ability to set aside reserves. Economically struggling communities tend to have less sizeable reserves. They would likely be forced to immediately cut things like public safety, which represents a majority of many municipalities’ general funds budget. This would further widen the divide between low-income and affluent communities.
