How would a truly flexible mortgage work?By Jack GuttentagInman News Service

Last week I had little good to say aboutFannie Mae's new Payment Power Program(PPP), which allows a borrower to skip upto two mortgage payments in any 12-monthperiod, and up to 10 over the life of a loan.A skipped payment results in an additionalloan, equal to the payment plus a healthyaccess fee, tacked on to the balance. As anemergency source of funds, it is much morecostly than accessing a home-equity line ofcredit (HELOC).

My view is that borrowers don't need ahigh-cost way to borrow for emergencies.What they need is a no-cost way to accumu-late a reserve within their existing mortgagethat would allow them to skip or reduce pay-ments when necessary. A truly flexiblemortgage would provide this. Here is how itwould work.

The flexible mortgage would base theborrower's payment obligation on the loanbalance. A schedule of required balances,declining month by month over the life ofthe loan, would be part of the contract. If theborrower made all the scheduled payments,his balances month by month would corre-spond exactly to the required balances. Butif he paid more in some months, his actualbalance would fall below the required bal-ance, the difference constituting a "reserveaccount," which he could draw on by payingless later on.

For example, the loan is for $160,000 at5.5 percent for 15 years, with a monthlypayment of $1,307. The borrower receives abonus every Christmas from which he paysan extra $1,000 on his mortgage. With eachextra payment, the gap between his actualbalance and the required balance widens. Ifhe does this five years running and thenloses his job, he can skip his payment entire-ly in months 72, 73, 74, and 75, and inmonth 76 he can pay only $575. At thatpoint, the actual balance and required bal-ance are equal, so his "reserve" is exhausted.

Or suppose the borrower inherits $10,000,which he decides to use as an extra paymentin month 12. If he falls sick in month 37, hecan skip eight payments and most of a ninthbefore his reserve is exhausted.

In many cases, a borrower wants only toreduce the payment, as opposed to skippingit entirely. If the borrower who prepaid$10,000 in month 12 needed to cut his pay-ment from $1,307 to $1,000 starting in year4, he could do it for 39 months beforeexhausting his reserve.

The beauty of the flexible mortgage froma borrower's perspective is that once he/shegets ahead of the game, his/her payment can

be anything he/she wishes. The only limita-tion is that the actual balance must staybelow the maximum balance each month.

This flexible mortgage is not rocket sci-ence. The numbers cited above were drawnfrom an Excel spreadsheet that requiredonly a minor add-on to an existing amortiza-tion spreadsheet. The payment optionadjustable-rate mortgage (ARM) that manylenders offer today is far more complicated.

Servicing a flexible mortgage presentsonly modest challenges. At a minimum, thelender would have to inform the borrower ofthe minimum payment required each month,something they do now on option ARMs. Itwould not be difficult to provide a widerrange of possibilities, or to allow borrowersto test their own preferences by accessingtheir account over the Internet.

Since the borrower's obligation on a flex-ible mortgage is defined in terms of the bal-ance rather than the payment, delinquencyand default would also be defined in thisway. Delinquency would be a single occur-rence where the actual balance exceeded the

required balance, and default would be asuccession of months (perhaps three) inwhich this happened.

The flexible mortgage encourages bor-rowers to save nuts for the winter. Hence, Iwould expect that both delinquencies anddefaults would be lower than on our currentmortgages.

Some lenders in the United Kingdom,Australia and South Africa provide mort-gages with much greater payment flexibilitythan anything available in the United States.At least one large lender in South Africaallows complete payment flexibility so longas the balance does not exceed the originalbalance, which is much more radical thanusing a declining required balance.

On some automobile loans in the UnitedStates, a borrower who makes a double pay-ment one month can skip paying the nextmonth. If the borrower makes a triple pay-ment, he can skip two months, and so on.This is not nearly as flexible as the decliningbalance proposal, but it is very simple andwould be a step forward.

Reserve statement, the historic drop inmortgage rates over the last few weekscontinued a little further this week.Lower than expected inflation data fromthe November Consumer Price Index(CPI) report also was favorable for mort-gage rates. According to Freddie Mac'sweekly survey, average 30-year fixedconforming mortgage rates fell to thelowest level in 37 years. Mortgage ratesturned slightly higher late in the week,however, raising the question of whetherthe downward trend will continue.

In a unanimous vote, the Fed cut thetarget Fed Funds rate from 1.00% to arange between 0.00% and 0.25%. The 75basis point cut was larger than the con-sensus forecast for a 50 basis point cut.According to the statement, the Fed will

employ “all available tools” to stimulateeconomic growth. Most notable for themortgage industry, the Fed mentionedthe option of expanding the purchase oflarge quantities of mortgage-backedsecurities. Mortgage rates generallymove based on changing levels ofdemand for mortgage investments.Immediately following the release of thestatement, mortgage rates dropped due tothis expected increase in demand.

The Fed’s recent action has caused arefi-boom as borrowers recognize we areseeing record APR’s beginning in the 4’s.Even Jumbo’s may be found in the 5’s.It’s income tax time for lenders as wereview client portfolios to find ways tolower their interest rates. What a greattime to use these record lows to buy realestate in today’s market!
